There’s no other way to say it; Larry Hite is the definition of a market veteran, he’s someone who first developed an interest for trading and markets during the 60’s… Besides a reputation for extreme risk management, Larry is perhaps best known as co-founding Mint Investments—a hedge fund formed in 1981. He’s also considered to be one of the forefathers of trading systems and a pioneer of trend following. By 1988, Mint achieved an average annual compounded return of over 30%—it’s best year being 60% (in 1987, the year of the stock market crash) and it’s worst year up 13%. By 1990, Mint was the world’s largest hedge fund at the time, with $1-billion of assets under management. On today’s episode of Trend Following Radio Michael starts off discussing his travel. One of his stops in early December was New York City to meet up with a few legends, one of them being Larry Hite. He talks a bit about their lunch conversation and how Larry has climbed the ladder of success. Larry paints the picture that he was just an average Joe from Brooklyn, and his success is fully obtainable if the right desire and drive is there.Today's subject on Trend Following Radio goes along the lines of the rest of his conversation with Larry Hite. It’s all about the data. Michael makes it clear that his career would not exist if he did not have the opportunity to dig into the trend following data. You see all types of trend following traders up in the same months and down in the same months–that means something. Doesn’t matter why it happened, just that it happened. Further, many make the mistake of not caring about the psychological. You can have the best system under the sun, but if you don’t have the psychological toughness to carry it out then the system does not matter.Michael goes on to read from an article out of The Washington Post titled, “Jeff Samardzija just proved athletes would be foolish to pick NFL over MLB.” America’s favorite sport is football, hands down. The dream of just about every father in America is for his son to play professional football. However, all data says to stop right now and turn your focus to baseball. The article states, “The top 30 contracts in the history of team sports – ranked by total compensation – all went to baseball players.” When you compare average players in the MLB with top players in the NFL, the MLB still comes out on top. “Through this season, [Calvin] Johnson will have collected $113,816,086 in earnings, making him one of the wealthiest non-quarterbacks in league history. On today’s episode of Trend Following Radio Michael Covel features Larry Hite. Larry is unquestionably one of the founding fathers of systematic trend following. In 1981 he founded Mint Investments and by 1990 it was one of the largest trend following funds in the world. At the same time he formed partnership at Man group, which became wildly successful as well. In 2000 he decided to go another direction, focusing on proprietary trading and research, founding Hite Capital Management. Currently, Larry is partnered at ISAM with his long time colleague Stanley Fink.Throughout today’s podcast Michael pulls quotes and excerpts straight from Larry’s chapter in “The Little Book of Trading.” Quotes range from probability advice to compound interest and one or all of them are certain to spark certain “Ah-ha” moments. Michael starts with Larry giving advice on the notion of being wrong. Larry stresses that being wrong is ok. He was wrong often and always built the possibility of being wrong into his models. He would ask himself, “How much can I afford to lose?” And work his risk in from there. Hite found that even having perfect knowledge of an end of year price wouldn’t guarantee riches. His research proved that you could only bet with 3:1 leverage on a stock, even if you had absolute knowledge of the stocks year end price, because you can’t predict the path a market might take getting there. Respecting leverage is key. Michael then brings up a dating story Larry shared about probabilities.Michael then goes into Larry’s risk management. He stresses, “Make sure you are as prepared as possible. You can’t know everything but you can certainly be prepared.” Larry always starts from an assumed position of ignorance. You have to know what you don’t know. If you know what the worst possible outcome can be from the outset then you are starting with a great advantage. Mike finishes with one last excerpt from Larry taken from a paper titled “Life is a Bet.” In this excerpt Larry outlines why life is just a serious of bets. Some are large and some are small. Some seem trivial and some seem to have far greater impact on our lives. However, those trivial bets can quickly become paramount. Never discount a decision. It could be the one that makes or breaks you. The first monologue of the new year! Covel goes on to review four things that have recently hit his desk that highlight the misinterpretations of trend following and trading in general. The first, regarding a speaking gig in Beijing, concerns itself with distinguishing between reality and unreality. The second comes from Teller, of Penn and Teller fame. Covel goes on to discuss whether a trading system should be specifically designed to suit your personality--something Covel doesn't necessarily agree with. He gives examples of the Turtles, AHL of London, Larry Hite, Ken Tropin--all traders who have different personalities but are similar in their systematic approaches. It's not about whether trend following trading "fits" your personality--it's about the fact that it works and there is performance data that proves it. The third example comes from a listener, and Covel discusses time decay and "choppy markets". The fourth comes from Jim Rohrbach, who put a piece out in late December in which he caught a radio show that stated "the stock market is always right". Paraphrasing Rohrbach, Covel notes that the market does what it wants to do. When the market doesn't do what a trader thinks it should do, they insist the market is wrong. We may not like or agree what the market is doing any any particular time, but it's futile to say the market is wrong or to invest opposite the market. It's as simple as being long when the market is going up, and being short when it's going down. Michael Covel brings some unexpected trend following messages and inspiration from eclectic and unexpected places. The first comes from Neil Young, his lyrics signifying the ups and downs of life and trading. The important thing is that we're along for the ride: "I've been first and last, look at how the time goes past, but I'm all alone at last, rolling home to you." Covel discusses the unexpected inspiration he's found over the past few weeks leading up to his recent speaking engagement in Las Vegas arranged by Timothy Sykes. As you would expect Covel found some important food for thought on his trip and he shares these eccentric lessons: A pamphlet found in a hotel room from Affliction Clothing; a film called "Jiro Dreams of Sushi" that holds some important messages about passion and practice; a book that Covel received from his Yoga teacher titled "How Yoga Works" that has more to do with trading than you'd ever expect; and the book "Investment Biker: On The Road with Jim Rogers". Covel also discusses a quote from famed trader Larry Hite about how in the big picture nothing really changes. People are people and people are always motivated by greed and fear. A reader questions how high frequency trading and automation work into the equation and Covel answers. Covel also discusses some thoughts from more fundamental thinkers such as Hugh Hendry and John Hussman (and why, whether it is their intention or not, they write great missives about why trend following works). From a strategy perspective how do you follow along and make money in a world where fundamentals don't offer you hope on the timing of things? How can you make money in that world? Michael Covel discusses an article titled "21 Ways Rich People Think Differently Than Average People". The word rich may not be the best term here as Covel notes, "being rich or poor doesn't stop you from being a schmuck." Covel makes a more clear distinction between average people and people of high character. He goes through the list and offers commentary on statements such as "average people think money is the root of all evil; rich people believe poverty is the root of all evil." Money, Covel maintains, is just a medium of exchange and that's all it is. It's what you make of it that becomes good or bad. Readers will see that many of the precepts and principles in this article are straight out of Trend Following 101. Further, commentary includes seeing money through the eyes of emotion vs. seeing it logically; following your passion vs. working for the man; setting low expectations vs. challenging yourself; knowing the markets are driven by emotion and greed; being a slave to debt; surviving vs. thriving; education vs. entertainment; finding comfort in uncertainty; and trend follower Larry Hite's concept of asymmetric bets. Next, Covel discusses "An Investor's Guide to Famous Last Words" from The Motley Fool. Covel used to spend time ripping The Motley Fool for pumping buy and hold, and in the end pulls no punches in revealing the author to be a die hard "value" guy (despite agreeing on certain points).
