Every dollar you spend in your business should provide you with a return greater than what you spent. Today we dive into the concept of return on investment (ROI) as it relates to your business expenses. And just to keep it real, we turn a brain fart into brain fluff, lol! Are you spending just to spend? Are you spending to impress “others”? Not sure if the money you are spending is providing a return to you and your business? Today's episode may just be the swift kick in the pants you need to make sure every dollar you spend benefits your bottom line. Not sure how to calculate ROI? Here is the quick formula. ROI = (Net Return / Cost of Investment) x 100 Example: You are considering investing in a $150,000 piece of equipment as a new service offering in your business. You anticipate the demand for this new service to be 15 services per month at $500 each ($7,500 revenue). If you finance the equipment, the monthly loan payment would be $2,500. You will need to pay an employee for 1 hour each service at a total hourly rate of $20/hr (15 x 20 = $300). Step 1 – calculate net return = total revenue – total expenses Net Return = $7,500 - $2,500 - $300 = $4,700 Step 2: Divide the net return by the cost of the investment, and multiply that number by 100. ROI = ($4,700 / $2,800) x 100 = 167% A 167% ROI is a positive return on investment and is in fact a fantastic return. Remember that ROI is not always about the dollar. Other types of ROI could include greater efficiency, time improvement, or employee moral improvement. When you need to make a financial decision in your business what financial information do you use? Do review your company's balance sheet, profit and loss statement, and cash flow statement? If you are like most entrepreneurs, you probably start getting a headache just thinking about these accounting statements. From our experience, most entrepreneurs avoid these mundane financial statements and based their business decisions on a much simpler formula....how much money is in the bank account. If the bank balance is looking healthy, then that's a green light to spend money. The opposite is true if the bank balance is running low. We call this bank balance accounting. If this sounds like you, don't worry it's not a bad thing. In fact, its human behavior. Most entrepreneurs did not spend much time (if any) learning about traditional account in school. Thus, trying to understand and use traditional accounting statements (those mentioned above) is too difficult...and frankly just too overwhelming. Today we discuss these two seemingly incompatible accounting systems and provide our thoughts on why the concepts taught in Profit First (by Mike Michalowicz) can bridge the gap between traditional and behavioral based (i.e. bank balance) accounting. Understanding traditional accounting statements is important so we spend a few minutes discussing each one and what they are telling you (without being too nerdy about it). Next, we dive into a high lever discussion of Profit First principles and how following them will generally allow you to know the health of your business in 10 or 15 minutes by just looking at bank balances, rather than spending hours poring over financial statements. Traditional accounting statements have their place and so does bank balance accounting. We explain it all in this episode. We have all seen a dog wag its tail, right? Well, have you ever seen the tail wag the dog? Of course not! The wagging of the tail is controlled by the dog rather than the tail controlling the dog. However, in business there is a phenomenon we have observed that takes place way too often...we call it "the tax tail wagging the dog". What do we mean by this? It is the mindset many business owners have where they make a business decision based solely on the possible tax implications. Such a narrowed minded and limited focus in business will often result in making a decision that rarely improves efficiencies, cuts costs, or increases cash flow. Profits suffer all because the sole focus is on taxes. Hence, the tax tail is wagging (or controlling) the dog (your business), when it should be the other way around. In this episode, Darin discusses why entrepreneurs need to avoid "the tax tail wagging the dog" mindset and focus on a more holistic approach when making business decisions. Darin peels back the complicated layers of the tax code and walks through a simple example of how your tax liability is calculated. He then explains why spending money just to save taxes is a poor decision...decreasing cash flow more than just paying your tax liability. He outlines four strategies that will help all business owners lower their tax liability, prepare for tax day, and ensure cash-flow (remember "Cash is King") is not being negatively impacted. His passion to help small businesses drove him to complete an MBA at BYU in 2016, with a focus on strategy and entrepreneurship. Following his MBA, Mark worked in Dallas, Texas for international consulting firm PricewaterhouseCoopers. While there, Mark worked as a customer strategy consultant segment, advising some of the largest companies in the country. Mark is the father of a young daughter whom he adores.
