You can tell a lot about the market by analyzing what sectors and stocks are leading...and what sectors and stocks are lagging. So, what message are the markets sending out NOW? What should investors consider buying...or selling...as we head into the fourth quarter of 2024? The People's Bank of China got the week started with surprise rate cuts on domestic growth concerns, the Federal Reserve Bank of New York's Empire State Manufacturing Survey on general business conditions for August registered its second-biggest slide since 2001, and the National Association of Home Buyers/Wells Fargo Housing Market Index declined for the eighth straight month. But all three major U.S. equity indexes were higher heading into the close, as Treasury yields continued to drift lower. Perhaps investors anticipate a Federal Reserve pivot. Perhaps they're pricing in a selloff in crude oil. The Inflation Reduction Act is, "unequivocally a misnomer", according to Michael Gayed, portfolio manager at Toroso Investments and publisher of The Lead-Lag Report. He tells our Daniela Cambone that recent spending bills have proven to, "never be used to actually pay down debt, but used as justification to do more." "It wouldn't surprise me if there was a much bigger recession down the line," but Gayed says it's still unclear if we are in a recession right now. He suggests that "the best thing for investors to do is to consider treasuries again." Gayed concludes by arguing that the way the dollar has acted against other currencies signals a potential debt crisis is coming.

Michael believes there are certain relationships which have commonality, in terms of interest rate sensitivity, that tend to get ahead of major black swan events.There are three indicators that Michael looks for ahead of crashes, corrections, and bear markets. First, utilities relative to the stock market. If utilities outperform the stock market, on a short-term basis, generally you see a rise in volatility. Next, lumber relative to gold. Tom welcomes returning guest Michael Gayed, Portfolio Manager at Toroso Asset Management, to the show. Michael is the author and publisher of the Lead-Lag Report. Michael notes that this year has been remarkable in many ways. Treasury yields since March have been grinding lower, which indicates a risk-off market. Likewise, lumber to gold has tanked. However, utilities have been underperforming, which is concerning. All of these crashes are occurring in the context of trillions in stimulus. Small caps have underperformed along with emerging markets since February. However, the S&P continues to grind higher. What if the Fed is correct about inflation being transitory? That could suggest a big downside surprise as all of the ordinarily tight correlations seem to be breaking. We are seeing price inflation but not wage inflation. If inflation is transitory despite such a massive surge in money supply, that will raise concerns about the Fed's ability to influence the market. Does the Fed still have control, or are they trying to push on a string? Bond market credit spreads are beginning to widen and blow out, which could indicate higher default risks. However, the prevailing narrative may be wrong, and we could be in for a surprise. There are unintended consequences to a world awash in money. The dovishness of the Fed is likely to promote complacency and exacerbate risk-taking. Gold tends to have a low correlation to most assets, and currently, gold hasn't responded. There could easily be a rather sudden adjustment up for gold. Volatility is likely to rise, and gold is one thing that many investors move into in a crisis. Cryptocurrencies make sense as a portion of a portfolio, but there is a lot of overconfidence in the space. The one thing that Bitcoin can't fix is human behavior, and we see that with overleverage and exuberance. Unfortunately, this behavior also exists in the equity market, and the first thing that goes away in a unwind or liquidity crisis is the leverage. Michael points out that if everything in your portfolio is making you money, you are almost certainly not adequately diversified. The vast majority of people do not realize the concentration risk they are taking. Therefore, it's essential to take a systematic approach to rebalance your portfolio. When the lumber to gold ratio spikes, it's usually a signal that risk on sentiment will remain strong, said Michael Gayed, portfolio manager at Toroso Investments. Gayed has been tracking the lumber to gold ratio as part of his Lead-Lag report, and his studies have found that peaks and troughs usually lead equity rallies and declines, respectively. However, given the spike in lumber prices, it's only a matter of time before prices mean revert downward, meaning a stock market correction could be on the horizon.

He explains what most investors mean when they discuss risk on or off markets. There are historical leading indicators and his whitepapers help investors understand where volatility will occur. Everything is a leading indicator in some form and interest rates drive the entire captital system. It really is indicative of either inflation or deflation. He watches the behavior of utilities and treasauries to determine market conditions. They evaluate the signals every week and adjust their weighting and they were able to avoid declines in March 2020. They were able to take advantage of their system to get outsized returns during that period. Utilites are a very unique sector because its both highly regulated and they are often very highly levered companies. This results in utilities being highly sensitive to changes in performance. They will outperform often because everything else is doing poorly. There has been a big move toward from growth to value stocks and materials. Utilities may be beginning to bottom out and lumber may have topped out. If lumber begins weakening housing may weaken and demand may be dropping. Many people believe stimulus will continue the melt up but often the market does the opposite of what the crowd believes. There could be some sort of counter-rally that will surprise a lot of people. If we have inflation without inflation coming to wages then we will have more unrest and market uncertainty. There is very real dangers to the system considering the wage gaps. Gold from a strategic perspective makes sense since diversification in this environment is very hard to achieve. Gold may be better than bonds and this explains part of the demand for gold and crypto. Copper is about industrial demand and infrastructure. He expects to see continued upward pressure on copper and it seems like the cure for copper is higher prices. He discusses yields and credit spreads and what to watch for in the treasury markets. The Fed doesn't want rates to rise too quickly or we risk widespread debt issues. Michael argues that the most sensable thing they could do is to hike rates. Controlling yields have all sorts of negative implications. He argues that rampant money printing and excess debt by the Fed is enriching the wealthy and bringing out the worst in humanity. The very fabric of society is becoming at risk. It's essential to identify the weather that is coming in markets. Conditions are always changing, and you need to be aware of the trends. Michael feels we are heading toward a storm. The Fed has broken the bond market when they choose to buy up assets. Stocks and bonds may no longer be sufficient to diversify your portfolio. This week's Alpha Trader podcast features hosts Aaron Task and Stephen Alpher talking with Seeking Alpha contributor and editor of The Lead-Lag Report, Michael Gayed. Gayed is also portfolio manager of the ATAC Rotation Fund, which has managed to walk between the raindrops in 2020, returning about 60% year-to-date. Prior to the wide-ranging interview with Gayed, Task and Alpher mull Friday afternoon's big news - the disclosure of a $500M stake in Barrick Gold (GOLD) by Berkshire Hathaway ([[BRK.A]], [[BRK.B]]), alongside major cuts in holdings of Wells Fargo (WFC), JPMorgan (JPM), and Goldman Sachs (GS). Warren Buffett, of course, has made no secret over the years of his disdain for investing in the yellow metal, and whether it was The Oracle himself, or Ted Weschler or Todd Combs who made the Barrick purchase remains to be seen. Nevertheless, the news lit a fire under Barrick and the gold miners (GDX) in general on Monday, not to mention maybe playing a role in lifting gold (XAUUSD:CUR) almost back to the $2K level. The ATAC Rotation Fund is highly tactical and designed for low correlation with broader markets - rotating into Treasurys when indicators point to high volatility, and into equities with leverage when indicators point to low volatility. The fund's signals got it into Treasurys in late January and back into equities in late March - hence, the big gains in 2020. Key to the indicators - the behavior of utilities (XLU) and long-dated Treasurys (TLT). And what are those indicators saying now? It's a bit cloudy, says Gayed, noting the absolute yields of Treasurys suggests deflationary pressure, but the underperformance of the utility sector suggests reflationary pressure. In the short term, at least, Gayed suspects the reflationary forces will win out. There's plenty more, including the growing chance of a major selloff in Treasurys, why we should pay attention to the soaring price of lumber, and how Gayed might position his fund for a "two crash" scenario. This week’s episode features a discussion with Michael Gayed, author of the Lead-Lag Report on the Seeking Alpha Marketplace. Michael has been writing on Seeking Alpha since 2007 – a full-cycle contributor, you can say – and has been a regular on CNBC, Real Vision, and other outlets for a long time. Inflation expectations have bottomed out, argues Gayed, and if reflation is the theme going forward, that means good things for some lagging equity sectors - notably financials (XLF), emerging markets ([[EEM]], [[VWO]]), and commodities like energy (XLE). On the flip side, reflation would mean just the opposite not just for bonds (TLT), but for anything yield sensitive - REITs ([[IYR]],[[VNQ]]) come to mind. The government needs inflation, says Gayed, to ease the burden of the many trillions in debt it owes. The Federal Reserve needs it as well, he contends, to allow it the room to raise interest rates from still-extreme low levels that it might have the space to ease during the next downturn. When reading economic tea leaves, sometimes simple is best. The average home contains massive amounts of lumber, says Gayed. Thus lumber prices can be fairly directly connected to expectations for the future of construction and housing. And if you can figure what's going to happen with construction and housing, you've probably got a pretty good idea of what's going to happen with the economy. Michael Gayed of the Lead-Lag Report said that the market's reaction to today's anticipated Federal Reserve rate cut could show how long the bull market can continue. He noted that if the Fed steps in but there is no steepening of the yield curve, it's a problem because central-bank actions -- both domestically and abroad -- are not going to normalize long-term bond yields. That's a sign that the bull market is not healthy, Gayed said. Likewise, in the Market Call, Mark Yusko of Morgan Creek Capital Management noted that he is looking to get into the few market areas that are on sale and unloved, and he noted in 'Hold It or Fold It' that he would be leaving momentum in favor of a bear-market fund because of his concerns for the market's health. Also on the show, Michael Policar and Jimmy Hausberg of HighTower Advisors discuss a case of a consumer looking to make an allocation change because the market's health makes them nervous, and Jill Gonzalez of WalletHub talks about how consumers should react to the Capital One data breach.
