Ireland is home to a high-performing life sciences industry, offering outstanding opportunities for both economic development and public health. Unlike other European countries, however, Ireland does not have a holistic vision for the future of the sector. This is set to change, as the Government has promised to develop a new national life sciences strategy. Our European peers have already adopted ambitious strategies to secure the industry and harness its social benefits, coordinating policy across a range of areas from enterprise and investment to research and healthcare. This two-part event series, organised by the Institute of International and European Affairs (IIEA) in partnership with Johnson & Johnson, will explore these questions and more, bringing together Irish and European leaders from industry, public policy, and academia to discuss the right approach for a national life sciences strategy for Ireland. Developing a Life Sciences Vision for Ireland: Lessons from Europe on Economic Strategy is the first event in this two-part hybrid series on Developing a Life Sciences Vision for Ireland. The panel discusses how Ireland should develop its promised national strategy for the life sciences, positioning itself as a global hub for the industry. Our Global Chief Economist explains why the rapid hikes, pause and pivot of the current interest rate cycle are reminiscent of the 1990s.----- Transcript -----Welcome to Thoughts on the Market. I'm Seth Carpenter, Morgan Stanley's Global Chief Economist. Along with my colleagues bringing you a variety of perspectives, today I'll be talking about the current interest rate cycle and the parallels we can draw from the 1990s.It's Monday, April 8th, at 10am in New York.Last year, we reiterated the view that the 1990s remain a useful cycle to consider for understanding the current cycle. Our European equity strategy colleagues shared our view, and they've used that episode to inform their ‘out of consensus, bullish initiation on European equities' in January. No two cycles are identical, but as we move closer to a Fed cut, we reassess the key aspects of that comparison.We had previously argued that the current interest rate cycle and the mid 90s cycle differ from the intervening cycles because the goal now is to bring inflation down, rather than preventing it from rising. Of course, inflation was already falling when the 1994 cycle started, in part, because of the recession in 1991.This cycle -- because much of the inflation was driven by COVID-related shocks, like supply chains for consumer goods and shifts in housing for shelter inflation -- inflation started falling rapidly from its peak before the first hike could have possibly had any effect. In recent months, our economic growth forecasts have been regularly revised upward, even as we have largely hit our expected path for inflation.A labor supply shock appears to be a contributing factor that accounts for some of that forecast deviation, although fiscal policy likely contributed to the real side's strength as well. Supply shocks to the labor market are an interesting point of comparison for the two cycles. In the 1990s, labor force growth was still benefiting from this multi-decade rise in labor force participation among females. The aggregate labor force participation rate did not reach its peak until 2000.Now, as we've noted in several publications, the surge in immigration is providing a similar supply side boost, at least for a couple of years. But the key lesson for me for the policy cycle is that monetary policy is not on a pre-set, predetermined course merely rising, peaking and then falling. Cycles can be nuanced. In 1994, the Fed hiked the funds rate to 6 per cent, paused at that peak and then cut 75 basis points over 1995 and 1996. After that, the next policy move was actually a hike, not a cut.Currently, we think the Fed starts cutting rates in June; and for now, we expect that cutting to continue into next year. But as our US team has noted, the supply side revisions mean that the path for policy next year is just highly uncertain and subject to review. From 1994 to 1996, job gains trended down, much like they have over the past two years.That slowing was reflective of a broader slowing in the economy that prompted the Fed to stop hiking and partially reverse course. So, should we expect the same now, only a very partial reversal? Well, it's too soon to tell, and as we've argued, the faster labor supply growth expands both aggregate demand and aggregate supply -- so a somewhat tighter policy stance could be appropriate.In 1996, inflation stopped falling, and subsequently rose into 1997, and it was that development that supported the Fed's decision to maintain their somewhat restrictive policy. But we can't forget, afterward, inflation resumed its downward trajectory, with core PCE inflation eventually falling below 1.5 per cent, suggesting that that need to stop cutting and resume hiking, well, probably needs to be re-examined.So, no two cycles match, and the comparison may break down. To date, the rapid hikes, pause and pivot, along with a seeming soft landing, keeps that comparison alive. The labor supply shock parallel is notable, but it also points to what might be, just might be, another possible parallel.In the late 1990s, there was a rise in labor productivity, and we've written here many times about the potential contributions that AI might bring to labor productivity in coming years.Thanks for listening. I'm Bruce Hamilton, head of European Diversified Financials Research.Alvaro Serrano: And I'm Alvaro Serrano, head of European Banks Research.Bruce Hamilton: And on this episode of the podcast, we'll discuss some of the key takeaways from Morgan Stanley's just concluded 20th European Financials Conference. It's Thursday, March 21st at 3 pm in London.Alvaro, we were both at the European Financials Conference in London. More than 100 companies attended the event. 95 percent of the attendees were from CE level management. There was a lot to take in.Investor sentiment heading into the conference seemed noticeably more upbeat than last year's, thanks in part to stronger-for-longer net interest income (NII), an M&A cycle that is heating up, attractive capital returns, and increasing activity in private markets.Now you were the conference chair, Alvaro. And you have a unique overview of this event. What's, in your view, the single most important takeaway?Alvaro Serrano: Thanks, Bruce. Look, I think for me that if I had to summarize in two words is ‘risk on.' I think the tone of the conference has been positive almost across the board. The lower rate outlook has increased market confidence. And corporates were pointing that out. They've seen stronger activity, so far this year, in many product lines. They've called out loan demand being stronger. They've called out debt capital market activity being stronger. They've announced M&A -- we know is up strongly and asset management inflows are up strong as well. So yes, a strong start to the year - confidence is back, and I would summarize it as risk on.Bruce Hamilton: Got it. And in terms of the other key themes and debates that emerged from company presentations at the conference.Alvaro Serrano: Yeah, look, I think the main themes following up from what I was saying earlier are: First of all, I would say leadership change. Within the sector, we've been calling for leadership change in our outlook. And I think what we heard at the conference supports this. So, given market activities coming back, I think a lot of investors were more keen to look for more resilient revenue models; maybe less peripheral banks, less NII retail-centric banks. And looking for more fee growth that could benefit from that market recovery.The second point I would point out is UK. There's definitely a change in sentiment around the UK in the polling questions. It came out as a preferred region, and I think what's behind that preference is that we're seeing an inflection point in NII.And I think the third and final theme for me is investment banking and wealth recovery. Look, wealth may not recover already in Q1. But as this confidence builds up, we definitely expect inflows to pick up in the second half, both in quantity and margin.Bruce Hamilton: So, based on your own work and what you heard at the conference, what's your overall view on the financial sector and what drives that from here?Alvaro Serrano: We continue positive the sector. Look, the valuation is depressed. The multiples, the PE multiples on six times. Historically, it's been much closer to double-digit. We think, recovering PMIs should help re-rate that multiple. And while we do wait for those PMIs to recover, you're being paid 11 per cent yield between dividends and buybacks.I think the confidence build up that we're seeing in the tone of the conference suggests an early indicator of those PMIs recovering, if you ask me. And then in the panels, we've had plenty of discussions around asset quality. Obviously, commercial real estate exposure is a big theme. But we think it's a manageable problem. It's less than 5 per cent of the loan books, within that office is less than a third. And within that US office spaces is a fraction. So overall, we think it's a manageable problem and our highest single conviction in the sectors that the yields are sustainable and resilient.So, with a strong valuation underpin, we continue, positive of the sector.Bruce, why don't I turn it over to you? Given your focus on private markets, exchanges, and asset management sub-sectors within diversified financials, can you talk us through private markets and deal activity space?Bruce Hamilton: Yeah, our fireside chats with panels, and with private market management teams, saw more optimistic commentary on capital markets activity. And similarly fundraising improvements are expected to be closely linked to cash flows from exit activity flowing back to institutional clients, who can then reallocate to new funds.So there's a little delay. But overall, the direction of travel clearly feels positive and pointed to a reacceleration in the private markets' flywheel in due course, which has been, of course, the rationale behind the more positive view we have taken on this subsector since our outlook piece in November last year.Alvaro Serrano: AI is obviously a dominant theme across sectors and industries globally. Also, by the way, a frequent topic in the discussion of this podcast. Can you give us an update on AI and its implications for wealth and asset management?Bruce Hamilton: Sure. I mean, our discussions with asset management CEOs highlighted the transformative potential of AI, as they see it as a source of significant efficiency potential across the value chain. From sales and marketing, through investments and research, to middle and back office -- in areas such as report writing, research synthesis and client servicing. The benefits of starting early, with leaders having been working on this for 12 months or more, seems clear given the need to manage risks, for example, ensuring data quality to avoid hallucinations.One asset management CEO indicated that his firm had identified 85 use cases, with 35 already in production. The initial opportunities for asset managers were seen as principally in driving cost efficiencies; though in wealth management a greater revenue potential we think exists given the scope to improve the effectiveness of wealth advisors in targeting and servicing clients.Exchanges also noted scope for AI to both support revenue momentum. For example, via chatbots, assisting clients in accessing data more effectively. And in driving efficiency in report writing, as well as in costs. So, think about scope to drive efficiencies in areas such as client servicing and data ingestion and organization where large language models (LLMs) are already driving efficiency gains for employees.Alvaro Serrano: Finally, let's talk about private credit, another big theme. What did you hear, at the conference around the growth of private credit? And what's your outlook from here?Bruce Hamilton: Sure. So, the players were positive on the potential for growth in private credit from here. In the near-term deployment opportunities probably look stronger in the private credit space relative to private equity, where some differences in buyer-seller expectations is still acting as a bit of a constraint. There are opportunities given bank retrenchments, even if the Basel III endgame is expected to be less negative than initial draft proposals. And the appetite from insurance -- institutional, as well as retail clients for the diversification benefits and attractive yields on offer -- remains pretty significant.Both private market specialists and traditional asset managers continue to explore ways to extend their capabilities in the space, with some adopting an organic approach and others looking to accelerate scaling via M&A.We expect that as we look forward, that some recovery in the bank's syndicated lending markets is likely to reduce the record market share enjoyed by private credit in private equity deals last year. However, we think a more vibrant overall deal environment is likely to drive opportunities for both bank syndicated and private credit looking forward.The democratization theme with wealth clients increasing allocations to private markets remains an additional powerful growth theme as we look forward; both for private credit providers, as well as players active in private equity infrastructure and real estate.I'm sure there'll be lots more to unpack from the conference in the near future. I'm Michael Zezas Head of U.S. Public Policy Research and Municipal Strategy for Morgan Stanley.Marina Zavolock And I'm Marina Zavalock, Head of Emerging Europe, Middle East, and Africa Equity Strategy at Morgan Stanley.Michael Zezas And on this special edition of the podcast, we'll be discussing ongoing developments around Ukraine and how markets might react to various outcomes. It's Thursday, February 17th at 9:00 a.m. in New York.Marina Zavolock And it's 2:00 p.m. in London.Michael Zezas So, Marina, we've spent a lot of time in recent weeks tracking developments in the ongoing situation around Ukraine, on whose border Russia's amassed a substantial military presence and there are warnings of a potential invasion. This would be no small event, potentially the largest military action in Europe since World War Two, with great risk to many people. Recent news has all sides continuing to express hope for a diplomatic solution, and let's hope that can be achieved. But for this podcast, we want to focus narrowly on the market's impact because this situation has been a key driver of recent moves in many global markets. So, let's keep it simple to start, which markets are most vulnerable to a military confrontation and why?Marina Zavolock So, of course, we see Ukrainian and Russian markets as most directly vulnerable. Ukraine is directly exposed from an economic perspective, and the Ukrainian market has more downside risks due to this direct fundamental exposure and the country's reliance on external financing as well. The risk for Russian markets are more related to sanctions, given the strong economic backdrop. There are various sanctions under discussion aimed firstly at deterring a Russian invasion of Ukraine. Should Russia invade, we would expect the U.S. and Europe to act quickly to impose new sanctions, both to impact Russia's decision making and ability to sustain any invasion, while at the same time limiting the impact on global commodities and supply chains to the extent possible.Marina Zavolock The situation is, of course, very fluid, as you described. Sanctions have not yet been finalized, but I'll mention three of the material sanctions that are reportedly under discussion. First, SDN list sanctions on a number of Russian banks and possibly other Russian companies. This would mean US persons would be prohibited from dealing with these companies, be it in business transactions or trading of securities. Second, Export controls restricting the export of technology products containing U.S. made components or software to Russia. Third, New sovereign debt sanctions on the secondary market – adding to the primary market sanctions already in place – this could mean exclusion from large fixed income indices in a worst case. Overall, from a Russian stock market perspective, we see the Russian banking sector as potentially most exposed, given a number of banks appear targeted by SDN list sanctions, and would also be affected meaningfully by any ban on U.S. technology. Michael Zezas So those outcomes seem pretty substantial here in terms of their impact. So obviously the outcome of this confrontation matters quite a bit. How do you think the stock markets you're tracking are set up to react to various outcomes, whether it be de-escalation from here or some form of further escalation?Marina Zavolock So to assess the risk reward for different Russian and Ukraine related assets and commodities, we published a framework earlier this year to outline these scenarios: de-escalation, limbo (where uncertainty persists), partial escalation, and material escalation. For Russian equities in particular, we use two key variables that investors tend to focus on: the market's implied cost of equity and dividend yield. On implied cost of equity, Russia currently trades at 19%, which is about in line with the peak seen around many prior escalation periods in geopolitics, such as during the 2018 probe into U.S. election interference. But it is below the 26% level reached following Crimea annexation in 2014. On dividend yield, Russia trades at extraordinary levels of 16% at current commodity prices. We've never seen such levels before for any major country, or Russia, historically. Marina Zavolock So coming back to the scenarios. Using these two variables I outlined, analyzing historical geopolitical escalation periods for Russia, we see about 50% potential upside to Russian stocks in a de-escalation scenario and at least 30% downside in the event of material escalation. Russian equities are currently trading roughly in line with our 'limbo' scenario, meaning the market is assuming continued talks and uncertainty without a breakthrough agreement. It's also worth noting here that although Russian equities are down about 20% from their pre-geopolitical escalation highs in October, they have also recovered 20% from their recent lows. And at the lows, the Russian market was already pricing in a partial escalation in Ukraine.Michael Zezas So those are some pretty substantial differences based on different outcomes. What are some of the signposts or signals that you're watching for that might tell us what direction we're headed in?Marina Zavolock So for the de-escalation scenario to become evident, the key signpost we're watching for is a meaningful reduction in Russian troops on Ukraine's border. Earlier this week, Russia's defense ministry announced that Russia would start a pullback of some ot its forces after completing military drills – we are watching whether troops are actually being withdrawn, and to what extent. The reason we're watching troop movements particularly closely is that when there was a related buildup of Russian troops on Ukraine's borders last spring, it was Russia's announcement of a meaningful troop removal and the subsequent move of troops that allowed the market to recover by about 40% over the following months.Marina Zavolock As for the escalation scenarios, of course, a further buildup of troops, any movement of troops across the border, any breakdown of ongoing talks with the West, these are all key signposts we're watching. We're also watching both local and international key government official commentary and news flow, which cover the situation differently. I'd also note that for those that aren't following all of these signposts very closely, the Russian equities market is rapidly reacting to developments, we think a step ahead of global markets, which have only recently begun to react to these risks.Michael Zezas And Marina, outside of Russian equities, are there other markets you're watching that could experience spillover effects?Marina Zavolock From a broader perspective, Russia is a key global exporter of various commodities. It's not just the well-known oil and European gas, but Russia also produces 37% of the world's palladium, which is essential for global autos manufacturing. It's a meaningful producer of nickel, aluminum, and a dozen other commodities. Many of these commodities recently started to rally, pricing in some risk premium on the back of the rise in global focus on these geopolitical risks. Our European equity strategist, Graham Secker, also anticipates European equities may be vulnerable to mid-single digit underperformance versus global equities in the case of escalation. That said, as I mentioned before, we see a low probability of spillover to these markets from a fundamental perspective. So, the impact is likely to be short term and more market sentiment driven in the case of escalation.Michael Zezas Alright so, even if we assume that perhaps the diplomatic solution takes hold. What are the risks that this could repeat itself again as an escalation and then de-escalation cycle? And what would that mean for your coverage universe?Marina Zavolock Even in a de-escalation scenario, long-term geopolitical risk to Russia will remain. I don't think the market will price these risks out quickly, and we've had increases in geopolitical risk and then de-escalation many times before since the 2014 Crimea invasion, and even before that. Regular investors in Russian markets have grown accustomed to these geopolitical risks. And there have been, over recent years, windows when Russian equities can have material returns, followed by sell offs on the back of increases in geopolitical tensions and incremental sanctions. That said, from 2014 lows to the recent peak in Russian equities, the Russian Equities Index has outperformed emerging markets by about 13% per year and returned 15% total, including dividends, per year. This is on the back of many structural drivers, like a tripling in dividend payout ratios over this time. In fact, recently, the Russian stock market has seen record levels of buybacks, dividend levels, and retail inflows.Michael Zezas Marina, thank you. This has been really insightful. We sometimes get asked if we'd rather market our services to companies led by Europeans or Americans. As you might expect, there are big differences, because values and education vary widely between the two continents. We have no “preference” as such, but we have the advantage at the agency of knowing and understanding these two cultures. What I would like to share with you in this podcast is the aspects of their culture and their beliefs about work, and the business practices we like in each of them. Communications I especially like not having to explain our services to a European company – either to win them over or to demonstrate how effective our strategies are. Right now, we're mainly working with French- and German-led companies, but based on our experience, the same goes for the Spaniards, Swiss, and English. What our friends in France call “la comm” is an automatic part of any good marketing plan: for them, it's a must-have. When they choose to work with us, what's important is implementing the strategies; they already believe in the results. For Europeans, getting the word out on a product or service has always been crucial – since well before the advent of social media. So we don't have to talk them into it as we often do with American companies. We don't have to sell them on the importance of investing in key messages, rolling out press releases, or developing an annual communications strategy. Straight to the point Our American friends, meanwhile, haven't got a minute to lose – time is money. So, no long meetings for debating our editorial decisions or the thousand options available to them. It's taken me some time to understand that the long meetings and discussions with our French friends were not a waste of time, far from it! Our French friends like those meetings where we discuss things, because it's often during professional discussion that exceptional ideas emerge. You've got to let time do its work. For an American (and, I admit, for myself as well – I'm French Canadian), I felt like some of these meetings were a waste of my time. But after all these years, I've come to understand how to get the most out of these discussions. An important exchange of information is taking place, and it's a terrific opportunity to get to know management, partners, and companies. Americans tend to make a decision sooner and then go with it, even if it means quickly reworking their strategy if it fails. A genuine partner For large US corporations, agencies are all alike. If the results don't meet their expectations, they move on to the next one. We're considered services. That's why the agency has had to develop its consulting and services at the highest level. We've learned how to “live to serve.” Our European friends, on the other hand, like to develop partnerships. The business relationships we have with them may take longer to deploy, and monetary investments are often gradual (they start with low-budget operations before bringing out the big guns). Americans, meanwhile, are quick to deploy large PR budgets. There's no best recipe here, but I must say that I'm fond of developing partnerships that stand the test of time. Welcome to another episode of the Mark My Words Podcast. In today’s episode, Mark discusses BREXIT and lays out what’s going to happen post BREXIT and what it means for property investors and their investments? The main consequence of Brexit is lots of changes surrounding trade and our relationship with the European Union, changes to rules around lending and the general legislative framework that we follow in the UK. Brexit is the biggest project the government has undertaken since the second world war and as a result, lots of the UK market has gone ‘soft’. The brake has been applied to the market and once we get some level of certainty from the government, from the EU and from our Brexit deal we will start to see an increased economic growth, in business and in property. Mark suspects at the end of the Brexit period the economy will see a big release of capital and movement with our economy, our property prices and our rental values. KEY TAKEAWAYS Generally speaking, residential property investors are better insulated against legislative changes than commercial investment and standard retail businesses. Why? Simply because people will always need somewhere to live. There are 70 million people in the UK and they all need a home. Brexit also doesn’t necessarily mean all UK migrants will ‘go home’ there will still be a form of immigration in place to fill jobs and to keep the economy growing. There will always be a demand for new housing in the UK, we are about 100,000 homes short and currently cannot keep up with demand for housing. Because of the supply and demand imbalance you’ll most likely see property prices rise and rents increase. Brexit doesn’t mean ‘stop investing in property’ lots of property markets around the UK have gone ‘soft’ and dropped around 20-25% since Brexit started. The property market will continue to be ‘soft’ until we get some certainty. Lending for both development finance, long-term finance and commercial finance is now easier than ever before, certainly easier than in 2008-2010. Mark recently went to Funding Circle for a loan and was offered £240,000 unsecured at 2.7% per anum. Banks and financial institutions are lending at much better rates than in the last ten years. If you look across the three commercial sectors, retail has become a lot more negative, industrial is very positive due to trade counters and smaller businesses and the office market is also clearly very strong.
