Episode 394: Equal Weight vs. Market Cap Weight Index Funds

The Rational Reminder Podcast

Play Episode Listen Later Jan 29, 2026 65:51

Equal-weighted index funds sound like an elegant solution to some of today's biggest investor anxieties: high market concentration, elevated valuations, and outsized influence from a handful of mega-cap stocks. In this episode of the Rational Reminder Podcast, Ben Felix, Dan Bortolotti, and Ben Wilson take a deep, evidence-based look at whether equal weighting actually improves portfolios—or simply introduces new risks under a different name. The discussion breaks down how equal-weighted indices differ fundamentally from traditional market-cap-weighted indexes, why equal weighting has historically outperformed in certain periods, and what's really driving those results beneath the surface. The team explains how equal weighting tilts portfolios toward smaller, cheaper, and more volatile stocks, while also systematically trading against momentum due to frequent rebalancing. Key Points From This Episode:   (0:01:10) Introduction to Episode 394 and discussion about declining enthusiasm over long podcast runs. (0:02:00) PWL Capital's growing work with institutional clients and why index-based approaches are rare in that space. (0:05:12) Episode topic introduced: equal-weighted index funds and why listeners keep asking about them. (0:06:00) Definition of market-cap-weighted vs. equal-weighted indexes using the S&P 500 as the main example. (0:07:14) Historical outperformance of equal-weighted S&P 500 indexes and why start dates matter. (0:09:00) Equal weight vs. cap weight performance over the last decade: meaningful recent underperformance. (0:10:21) Market concentration concerns and why equal weighting appears attractive during periods of high valuations. (0:12:00) Why market-cap-weighted indexes do not mechanically buy more overvalued stocks as prices rise. (0:16:14) Trading costs explained: explicit vs. implicit costs and why turnover matters more than TER. (0:19:16) Capital gains, tax efficiency, and reporting differences between Canadian and U.S. funds. (0:21:07) Market concentration historically shows little relationship with future returns. (0:24:58) Volatility comparison: equal-weighted indexes are meaningfully more volatile due to small-cap exposure. (0:25:12) Equal weighting increases exposure to small-cap, value, and high-volatility stocks. (0:28:58) Sector distortions created by equal weighting and why this represents uncompensated risk. (0:31:21) Unintended consequences: sector bets, security-level overweights, and forced rebalancing. (0:32:30) Turnover is roughly 10× higher in equal-weighted funds than cap-weighted equivalents. (0:33:15) Equal weighting behaves as a systematic anti-momentum strategy. (0:34:02) Multi-factor regression results: positive size and value exposure, negative momentum loading. (0:36:33) Rebalancing frequency trade-offs and how quarterly rebalancing amplifies momentum drag. (0:42:21) Comparison with alternative approaches that target similar factor exposures more efficiently. (0:44:47) Why backtests are seductive—and why live fund results matter more. (0:47:40) Investor behavior, uncertainty, and the constant search for strategies that "fix" the market. (0:48:41) Factor investing in disguise: most deviations from cap-weighting are just factor tilts. (0:53:06) Equal weighting as an acceptable strategy—if investors understand and accept the trade-offs. (0:57:18) Listener feedback, enthusiasm jokes, and discussion about Spotify video uploads and audio speed. What's the difference between hoarding and investing? There's a reason markets built on productive assets—like stocks and bonds—are far larger than hoarding markets such as gold and cryptocurrency. Following several key partnerships and initiatives after its latest GTC event, Nvidia (NVDA) shares have become a "rocket ship" and are testing a $5 Trillion market cap. Rachel Dashiell examines Nvidia's technical patterns taking shape ahead of Wednesday's open. On the 1-year performance, she points to the $20 range shares were stuck in before breaking out. Rachel says despite the range, it was still making "higher highs and lower lows" indicating continued upward momentum. She does caution there's a slight relative weakening versus the overall technology sector.======== Schwab Network ========Empowering every investor and trader, every market day. See omnystudio.com/listener for privacy information.

Tired of choosing between concentration risk and a painful tax bill? Michael sits down with Med Faber from Cambria Investment Management. We break down a smarter option: using a 351 ETF exchange to convert appreciated, concentrated stock positions into a diversified ETF without triggering taxes. Think of it like a 1031 for public equities—contribute eligible positions at launch, receive ETF shares in return, and let the portfolio rebalance inside the tax-efficient ETF wrapper. We walk through:The exact rules that matterWhy your largest position must be under 25% and your top five under 50%Which assets qualify, and why contributions must happen at the seed stage. You'll hear real examples of prior 351 launches, learn about the upcoming U.S. equal weight fund aimed at breaking the market-cap link, and get a clear timeline: indicate interest, submit holdings, pause trading, transfer positions, and receive ETF shares on day one. We also explain the powerful benefit of multiple cost-basis lots embedded in the ETF, which can make future tax management far more flexible.Along the way, we widen the lens to the current market: elevated U.S. valuations, heavy index concentration in the same handful of megacaps, and a stealth rotation in gold and non-U.S. value strategies. If you've been meaning to diversify but taxes keep you stuck, this is the actionable path. Advisors will find a field guide for client conversations—simple analogies that land, common custodian workflows, and prospecting angles for executives, VC distributions, and direct indexing portfolios.#LeadLagLive  #Cambria #USEW  #IncomeInvesting #Markets #InvestingStart your adventure with TableTalk Friday: A D&D Podcast at the link below or wherever you get your podcasts!Youtube: https://youtube.com/playlist?list=PLgB6B-mAeWlPM9KzGJ2O4cU0-m5lO0lkr&si=W_-jLsiREjyAIgEsSpotify: https://open.spotify.com/show/75YJ921WGQqUtwxRT71UQB?si=4R6kaAYOTtO2V Sign up to The Lead-Lag Report on Substack and get 30% off the annual subscription today by visiting http://theleadlag.report/leadlaglive. That pushed its revenue to just over $1 billion, which gives them a $4 billion annualized run rate.01:39 — But I think the reason that's so high is there's an alignment between the demands that businesses have right now—to get their data in order, get their processes in order, their workflows, put things together seamlessly, to be able to take full advantage of what they're doing with AI. That matches up with the unique software capabilities, architecture, and business model Palantir has.02:26 — Palantir takes those desired business outcomes and engineer backwards, using its very powerful but flexible software to determine the right approach. I've got a detailed interview with Chad Walquist, an executive at Palantir. Chad said is that they've got about 100 salespeople. He said, “You know, maybe, if we really do a rigorous count, maybe it's 150, but it's not more than that.”03:17 — Palantir defies the notion of being plugged into any of the old-fashioned and somewhat tired industry analyst boxes. I think more of the big software companies are moving in that direction — doing what customers want and need, rather than trying to fit into some narrowly defined boxes that industry analysts have cooked up.04:42 — Chad's title at Palantir is Architect. He's got an illustrious background as an enterprise architect, but I think, as you'll see in this video, he's also the person at Palantir who handles a lot of product marketing and marketing overall, a lot of their strategy, and so forth. It's a very different sort of company, and Chad does a fantastic job of describing what those differences are. Visit Cloud Wars for more.

Contrarian strategist Michael Green lays out why “passive” isn't passive at all—it's a flow-driven algorithm, turbocharged by policy, that funnels capital into mega-caps, starves small caps, and raises the odds of market non-clearing shocks. We unpack Sharpe's arithmetic vs. rebalancing reality, lessons from Volmageddon, the aging of investor cohorts, why stress may be deflationary before inflationary, and how to “doom-proof” a portfolio with assets that throw off cash (including overlooked duration/TIPS and munis). Michael also separates crypto's burn-it-down narrative from its true promise: tokenized, programmable securities that fix TradFi's paper plumbing. ------
