Show Notes: Mike Michalowicz is the author of Profit First Mike realized we have the wrong equation for profit. We look at the top line given by the accountants. Mike created a cash flow system that works for business owners. It help people figure out what's going on in their business without opening up their accounting books. Sometimes the accountant says you were profitable but you don't see the money. You may be profitable but not have the cash to pay the tax bill. With the Profit First system you take every dollar that comes into the business and you give it a job. You put your money in separate accounts. You go to your tax account to pay your tax bill. When you want use your profits, you go to the account that has your profit in it and you can actually see it. Parkinson's law says that a business will use all the time and money allocated to it. The 80:20 rule says 20% of what you do creates 80% of the results. Also, 40% of what you do creates 96% of the results. So that means 60% of what you are doing is useless. You need to think about what you are doing and what you should not do. If you are grinding you are not being efficient. Islands of Profit in a Sea of Red Ink: Why 40 Percent of Your Business Is Unprofitable and How to Fix It by Jonathan Byrnes — He says 20-30 % of what a company does makes over 100 % of the profit, 30-40% loses money and the rest breaks even. But what about the water demands of pretreatment equipment? Drawing the circle a little bigger may also include softener regeneration wastewater, reverse osmosis reject, raw makeup, lost condensate, steam leaks, leaking feedwater pumps, and more. Brian chats with Mike Michalowicz, the mastermind behind Profit First Professionals and author of books for entrepreneurs and small business owners. Mike shares his experience growing several multi-million dollar companies only to lose almost everything. He then details how hitting rock bottom became the foundation upon which he built the Profit First method, which has yielded him 14 years of profitable quarters and is now used by more than 500,000 small businesses.   Episode Highlights Make profit a priority. The Profit First method developed by Mike rewrites the classic accounting formula from Sales - Expenses = Profit to Sales - Profit = Expenses. Why? Because when something is a priority, it doesn't come last, Mike noted. “It's human nature that when something comes first, it's the priority. When something comes last, it's the mañana syndrome,” he said. “That's when I said, ‘I think the formula is flipped.'” Profitability brings stability. One of the problems with the original profitability formula is that increasing sales isn't always the driver of sustainable growth, Mike said. More sales can translate to more stress, more dysfunction, and less organization. “It starts actually causing a business to crumble because it doesn't have runway,” Mike said. Profit, on the other hand, can bring stability to an organization by buying a small business owner time. When small businesses have one to two months in cash reserves, they don't have to take on stressful panic sales. “When a business takes its profit first, they actually grow faster, profit-wise, than their contemporaries,” Mike said. “They are much more calculated in their growth.” Don't change yourself. Channel yourself. Since flipping the formula, Mike has achieved 48 profitable quarters in a row. That's because the revised formula is designed to manage human behavior. Or as Mike said in the episode, “We can't change ourselves. We channel ourselves.” Mike learned this lesson first for exercise. He put his gym shoes on top of the toilet seat as an intervention, so he would have to pick them up first thing in the morning. Understanding the ever-changing cycles of disruption in business (i.e. real estate, education) Episode Highlights: The Concept of Flipping Businesses Instead of building a company from scratch, buy a poorly run business and start to inject systems, processes, and teams. With good marketing, you can grow the revenue in two years by 50% and the business is no longer selling at a one-time mark. If the business could sell at a three-time multiple, you've essentially 50% plus tripled the business. Sell the business and move on. The Profit First Principle When you implement profit first in a business: Focus on cutting expenses, which automatically increases your multiple. Viscerally show the buyer how the money is flowing into the owner's compensation account. Pull up information where you can realize profits or add things you can implement to be successful. The standard formula in business is Sales - Expenses = Profit. Profit comes last. It’s a leftover. Now, the Profit First formula flips that equation to Sales - Profit = Expenses. So you’re actually taking profit first! It’s more of having this mindset shift. You see, if you have X amount budgeted, you'll spend it. Now, if you have a smaller amount budgeted, you become resourceful and you're now forced to spend less. You figure out ways to do that and you'd be shocked at how much money is wasted in business because you didn't spend time thinking of a better, faster, cheaper way to do it. Yeah okay, it sounds pretty cool. And it can be. But there are some things you need to know about working from home before you make the leap. I don’t share this to scare you or to try and discourage you from working from home, I truly believe it is a wonderful thing to do. I love the flexibility, I love being autonomous and I love that I get to be my own boss. I derive particular enjoyment on those cold Monday mornings when it’s raining heavily and you just know the traffic tailbacks would be nothing short of atrocious, and that I don’t have to deal with it. I’ve already worked productive hours and many people are still waiting for the car in front to move forward. Though it’s not all sunshine and rainbows. Here are a few things you should consider… Firstly, it can be quite solitary… My friend Steve has kindly suggested I maybe do a day or two a week in his rather funky and plush offices here in Sydney, and we get on really well. I think he’s genuinely worried about me. I think he’s worried about my daily lack of human contact. Though, the thought of all that morning traffic... Losing that first hour being in the car, and then again on the way home is a major turn off for me at this stage in my life. Sure, I love a bit of banter just like the rest of us, though I am also easily distracted by conversations within earshot when I’m working, and find it hard to concentrate generally with all the distractions you find within an office environment. So, yes working from home can be a little solitary, though I think I manage that quite well. I’m a bit of an ambivert. Half introvert, half extrovert. The most conversation I have in a day will probably take place either via email, Skype and it’s most likely about work. I really enjoy the luxury of being able to factor in an hour each day to exercise. It’s either the gym, a coastal walk or a surf, depending on how the waves are looking. So, solitary yes. Am I lonely? No, not at all. It Can Be Difficult To ‘Switch Off’ Without the need to go into the office to work, and with the motivation of working for myself, I could easily ‘work’ from 5am when I get up through to 10pm at night when I finally turn my computer off. Because you’re always ‘at work’ it can be tempting to work all the time and switching off can be difficult. It’s definitely not something I’ve mastered or will master anytime soon, but it’s certainly something I’m aware of. I have gotten a lot better at recognising when my productivity or concentration is on the slide, and calling it quits for the day. Setting ‘work hours’ has helped a lot. Planning out when I will be working and when I will be taking down time stops the guilty feelings creeping in when I’m not working.  You Need Time Management And Discipline When you do get more coffee date and lunch invitations (and you will) it can be difficult to stick to your work hours, regardless of how much of a workaholic you are. Because in your mind you can still do the work early in the morning and late at night, so why not go out and catch up. This can also be the case when you’re at home and realise that the floors need vacuuming, or that the kitchen cupboards really do need rearranging, or that you could add an extra dish to dinner tonight. Time management and discipline are essential when working from home and different styles work for different people. It may take you a little time to work out your groove and be sure to find what does work for you rather than doing what you think you should be doing. That’s why we work from home – so we can be flexible and work the way we want. Once you work out which are your most productive hours. For me personally, it’s 5am until 1pm, then, I definitely need a change of scenery.  Routines Will Be Your Best Asset Routine helps productivity so much, and it means that you don’t have to use valuable mental power thinking of what you need to do next because it’s all set for you. Simple routine tasks can make such a difference. As I said, I get up at 5am every morning, make my coffee and sit down to work…the biggest plus for me has been spending just a couple of minutes the night before planning the next day’s efforts. That way, I’m not starting the day by procrastinating over what needs doing. This allows me to start the day with a few ticks in boxes of what needs to be done. I don’t have a full day routine because so many things change throughout my day, but I do have little ‘mini’ routines that take around an hour or two that I can slot into any part of my day. Again, it’s all about working out what works for you. Get Out Of The House  You work there, you live there, you never leave there…well at least that’s how it feels some days. Don’t get too caught up in the whole ‘work from home’ title. Just because you work from home doesn’t mean you actually have to do all of your work while you’re at home. Now I said I don’t want to commute to an office, though a favourite local cafe is very doable. Get out of the house and go to your local cafe, use their free Wi-Fi, drink coffee and see your productivity go up! If cafes aren’t really your thing you might prefer to head down to the beach (if you’re lucky enough to live close by one) or even just to a nice big shady tree that you can sit under. Getting outdoors and into the fresh air can really help with your productivity and healthy mindset, as well as decreasing your stress levels and getting a good dose of Vitamin D while you’re at it. While it seems like there are a lot of hurdles with working from home, every place you work has hurdles and struggles, this just means you need to learn how to deal with a new set. It feels like every few minutes something pops up to make us procrastinate, distract us, and totally suck out our motivation. Even when you love what you do, part of working from home is grappling with distractions and keeping yourself motivated throughout the day. It can be so hard to stay focused and productive!  If you’re nodding along right now and thinking back to a particularly unproductive day you had in the last week working from home - I get you. Some days the struggle is so real. While I’m not perfect, I’ve created a few practices along the way that work well to help me get stuff done… without frantically trying to hit all my deadlines in 30 minutes late at night after procrastinating all day. Tip 1: Keep A Super Short Daily "To Do" List Now, let me be clear: I do have a rather large master to-do list that I’m constantly adding too. Though I’ve learnt that focusing on that huge to-do list day to day completely sucks my motivation and is immediately overwhelming. Trial and error has taught me that no matter how much I try to smash things out, or how many hours I work, or how much I prioritise work over everything else in my life, there’s still no way I’ll complete everything on my master list today/this week/or this month. So, instead of focusing on my master to-do list day to day, I keep a super short daily to-do list, and it definitely helps keep my motivation levels high. If I know at the beginning of the day that I’ve only got two or three must do things that I really need to smash out, I am much more likely to get stuck straight in and get them done. A short to-do list, where I focus on my top priorities for the day, is much more motivating. I know I can tick both boxes, and move on. Tip 2: Do your most important task first, even though it’s not always the most fun. It feels so good to hit the ground running! I like to get in there and knock over my most important task first at the beginning of my workday. Everything else feels very achievable after that. That feeling of having achieved something important before 9:00am is rewarding for me. It creates momentum, which keeps me going. The “most important task” is also not usually the one I really want to do, nor is it the one that feels like it would be the most fun. In fact, the truth is my most important task for the day is usually something I feel a whole lot of resistance around doing. Though I’m always very relieved and happy with myself when I cross it off my list. Tip 3: Remove Distractions And by “remove distractions” I mean work offline as often as you can! For me, this is super helpful if I’m coming up with blog post content, or working on or creating a sales page, I’m able to settle down to work, focus and, as a result, create faster and much more easily when I’m offline. This works especially well when there’s no option for me to be online.   Tip 4: Focus On One Thing Only I say this because on the days where I try to multi-task, I just end up stressed, overwhelmed, and get to the end of the day with nothing of much substance done. But if I try to focus on one task at a time… at the end of the day I can point to something and say, “Yes, I did that,” and feel as if I’ve really pushed the needle forward.  Tip 5. Noise Cancelling Headphones If you can swing it, they truly make a world of difference. I’m very sensitive to noise and can become easily distracted by even a dog barking outside, particularly if I’m writing. Good headphones help me keep my sanity and stay on track. These Bose Quiet Comfort 35 wireless were a fantastic investment. I bought these headphones about a year and half ago and I use them almost daily because I just love the sound quality and the comfort.  Tip 6: Minimise Potential Distractions Turn off all notifications. Put your phone on silent and resist the urge to check texts or missed calls. Don’t check any social media. Close out your email window so new messages can distract you.  Tip 7: Know When To Call It A Day Don’t make it a habit of working until midnight every night. Unless you are truly on a roll and producing quality work deep into the night, call it quits and start again after you’ve had a chance to catch some shut-eye. Keeping yourself motivated, productive and happy working from home can definitely take work. I hope my tips help you to achieve the success you deserve! I really hope this helped. Today on Pawn Leaders, I have Mike Michalowicz, author of the books Profit First, Surge, The Pumpkin Plan and his newest release, Clockwork. By his 35th birthday Mike had founded and sold two companies, a bunch of private equity and another two Fortune 500 companies. Today he’s running his 3rd multi-million dollar venture; Profit First Professionals. Mike is a former small business columnist for the Wall Street Journal and a former business makeover specialist on MSNCB. He has travelled far and wide, speaking with thousands of entrepreneurs. You must focus on what drives that profit.   [14:08] People who focus on profit first grow faster than their competition, because they focus on the things that drive profitability.   [17:02] When there is a lack of profitability, we go into survival mode   [19:15] How can a pawn broker think profit first? “Determine how you manage your finances.”   [20:08] Setup different accounts for different purposes (The Foundational 5): An Income Account Profit Account Owner’s Compensation Taxes Account Operating Expenses Account   [22:14] We need to vet our customers.   [25:45] The Profit First system presents problems before they become issues.   [26:41] Having a financial heart attack opens your eyes to what you need to change in your business and managing your finances. The business math equation S (sales) – E (expenses) = P (profit) has been widely accepted for years. However, entrepreneur and author Mike Michalowicz doesn’t quite see it that way. “83% of small businesses in the US are surviving check to check, some of whom follow this model. From a behavioral perspective, what happens last matters least,” Mike says, “Take your profit first and you will reverse engineer your profit forever.” While some may scoff at this notion, in today’s Paper Napkin Wisdom, he explains how a shift in thought process and subsequent actions can revolutionize small businesses forever. This concept is best compared to Parkinson’s Law, which states that our behavior adjusts around the supply. Take toothpaste, for example. Upon purchasing a new tube of toothpaste, most people are less frugal with it than when they’re on their last squeeze of the same tube. To apply this theory to business, Mike argues that if companies follow a different equation – S- P = E – they will reduce spending and maximize their bottom line. It’s similar to a popular personal finance method – the 401k. By readjusting your spending based on what you’re bringing in, it will increase your bottom line over time. Additionally, operating this way forces business owners to become radically innovative. One of the businesses Mike owns, a leather manufacturing company based out of St. Louis, was running into a problem. The equipment they needed to develop their product cost a whopping $40,000. Instead of making that investment, which would have greatly reduced their profit, they got crafty. After a few trips to Home Depot and some trial and error, they invented a molding mechanism that only costs around $200 to produce. “Our competitors were using the same [$40,000 machine], and our profit margins sky rocketed,” he says. He urges that using this model forces businesses to think outside of the box. But in 2008, Mike would have probably initially scoffed at this advice. He had sold two companies and became an angel investor, which he recalls being a horrible experience. He hit rock bottom. “I was $50,000 in credit card debt, and I was driving a beat up Durango that only had two radio stations,” he admits. Deciding that it was time for a change, he began reading The Richest Man in Babylon and similar books. A light bulb went off – he realized that while people had applied the “Pay Yourself First” mentality to personal finances, no one had taken that approach to business. He began to test the concept with his own business and the businesses of friends, and noticed he was on to something. So, how can a company go from their current approach to Mike’s method? He suggests starting small -open a separate savings account and allocate 1% of every check into this separate account. “If you can run your business on $10,000, you can probably run it on $9,900. Set that extra $900 aside. While you may not amass a life changing sum of money, your mind set will definitely shift,” he advises. After making these changes, Mike urges businesses to not reinvest that money into the business, “When it’s not profitable, we will start to resent our business. Those distributions and profits help you celebrate your entrepreneurship and your innovation.” Every quarter, he has a quarterly pause where he and his business partner discuss their successes from the month, along with any failures. This occurs after they both receive their quarterly distribution. While Mike doesn’t reinvest his distributions into the company, he does ensure that he reinvests the profit into his employees. “It’s very important that everyone has a vested interest in the success of the business,” he says. While the profits may not be publicized, he does make sure to explain to each team member how they can benefit from being frugal with company funds. By combining a shift in mindset with a pivot from traditional methods, Mike’s formula has led to profit increases for hundreds of businesses. What do you think of his method? Two VERY common problems we see in small business finances: The business owner pockets all of the income and then does not have money for taxes at the end of the year. The business owner uses all of the money to grow the business and never sees any of the rewards. I like this idea because business owners often take nothing out of their business and eventually burn out. What to do with the money How much should I pay myself?  (Called owners pay) How much do I set back for taxes? How much do I set aside to grow? (Called profit) For a business with less than $250,000 of revenue 5% of the revenue for profit to reinvest in the business 50% for owners pay! 15% for taxes Therefore, only 30% of the revenue should be part of your business operating expenses. Your job, as owner, is to control the operating expenses to make this work. Over $250k of Revenue As you grow over $250k your numbers will change, but the general principles still apply. Owner always gets paid something and taxes are covered. Generally I agree with this formula - a great start. Monthly go through the numbers and do this. To help - download Mike's Instant Assessment worksheet   What I do with the my revenue Our main adjustment is that we hold back 25% for taxes - which might be overkill in most years - but it helps balance out things in our overall tax bill since we have multiple businesses and other sources of income. For you, I would recommend you implement Mike’s plan monthly and see how it works - then adjust as needed. You will find just having a simple plan and looking at it monthly will keep you out of trouble with the IRS and make you smile when you get paid. One other thing...
