How much you put down on a property can have a huge impact on the performance of your investment. More is not always better, and putting up the minimum does not always get you the best cash on cash return. Each deal is unique. In this episode, we share how we think about it, important metrics to look for and how we come up with the right choice for each deal. --- Transcript Before we jump into the episode, here's a quick disclaimer about our content. Michael: Hey, everybody, welcome to another episode of the remote real estate investor. I'm Michael Albaum, and today I'm joined by my two co hosts, Tom: Tom Schneider, Emil: and Emil Shour. Michael: And today we're going to be talking about how much downpayment should you be putting down on that investment property. So let's get into it. Alright, guys, so there are a bunch of different metrics that investors utilize and look at when looking at investment property. And I think two of the big ones or three of the big ones that we talk a lot about our cap rate, cash on cash return and cash flow, either monthly or annual. So I'm real curious to get your thoughts around. How do you think about down payment amounts and how it affects the metrics that you're interested in? Emil: Yes, I'll talk about what I've done in the past versus what I think you should do. So I've always gone. I've always gone to minimum downpayment because that I want to, you know, as I'm growing my portfolio, I just want to have as much money as possible to acquire properties. So I would just went with the minimum. Michael: And for those that that maybe don't know, what is the minimum, the minimum? Emil: When I first started, it was 20%. I don't know if it's moved up to 20. I've had some lenders, like when I bought my triplex in November, the minimum with them was 25%. I don't know if that was because it was more than one unit. They require a little bit more. Tom: It can be lender specific too Emil: Emil: Yeah, so typically 20% some lenders will be 25% currently. Michael: Okay, so in that ballpark? Emil: Yeah. The way you should look at it, if you're, you know, if you're an investor, right, you're looking to maximize your returns, right? If you're especially looking at your cash on cash return, you should ask your lender how your rate changes a different down payment amount. So let's say you put 30% down, and it goes down a quarter of a point, I'm just using examples here, versus 20%. Down, it's a quarter point higher, and maybe you pay, I don't know, one point on top of that for closing costs or whatever. Well, what you should do is look at how those two compare and how those affects your cash on cash return. Right? It could be that when you put 30% down, you get that quarter percent off your interest rate, it actually improves your return. And you won't know until you do the math. So I think that's the way you should do it versus how I've done in the past. Tom: Love it, That is good Emil. Michael: Tom are you similar? How do you think about and approach your down payment amounts? Tom: Yeah, I think it's, you know, good hygiene to look at what the different rates would be based on the different down payments, amounts, I typically somewhere to a meal will max out the debt just in that, that I get the biggest mortgage as possible the biggest loan to value just because the cost of debt is so cheap right now. And I, you know, don't necessarily need the cash flow now. So by getting a bigger loan, my cash flow is going to be smaller, but I don't I don't need more cash flow now just because I'm servicing more debt. So I'll typically max out that loan amount, I'm pretty aggressive about once my property appreciates a certain amount, all refinance it. In that I'll do a cash out refinance world, I'll get my down payment back into my pocket, and even increase the loan amount, I think with when I when I do the initial acquisition all use as much debt as possible. And when I refi, I typically will be more conservative, you know, hopefully, there's that much appreciation and that much sweat equity or whatnot into it. So when I refi, it, the value is way higher, but I'll be a little bit more conservative, just because typically, when you're doing that refi it gets a little bit tighter on on cash flow. But I'm pretty aggressive about pulling that money out and redeploying it to grow my portfolio. I'm just not necessarily a spring chicken but still fairly young. So trying to grow my portfolio out while being conservative on making sure that there's good cash flow. So… Michael: Right, and do you have a minimum cash flow that you won't go below, or you won't cash out? refi to above a certain threshold from the cash flow perspective. Tom: You know, depends on the the cost of the house and how much money involved but typically, you know, I want to see like 100 bucks a month of cash flow, just to give myself a little bit of wiggle room, but I'd say I'm a little bit more aggressive now than I'll be in the future. And just as I mentioned, like I don't necessarily need the cash flow now and I'm more about deploying the capital and getting it getting it to work. But still being mindful of conservative about what the loan to value is, in keeping some wiggle wiggle room? I'd love to hear it. Yeah. How about yours? I'm gonna flip this on, flip it on your head and flip it on your head, Michael. What's your thoughts around downpayment and cash flow? Michael: Yeah, I have a very similar approach, kind of splitting the road between you two. So when I first started investing, I was like a meal getting as much loan as I possibly could putting as little downpayment as I could. And about that time, it was 20%. And I've since changed that approach a little bit, in that I'm getting more particular around what I'm buying and how it performs. And a while ago, I was talking about how I'm trying to do more with less now. And so getting really strategic around, kind of precisely determining how I'm purchasing properties, because if anyone's evaluated a property before, you'll know that the down payment has a can have a fairly drastic impact on both the cash flow and then also the cash on cash return as a metric. And so I love the Roofstock evaluation tools that we have on roofstock.com with the slider bars, where you can manipulate on 1% increments the down payment, and you can see how that it affects your cash flow, as well as your cash on cash return. And so I mean, like you mentioned, play around with the down payment amounts, and then also play around with the quoted interest rates. And you'll determine, hey, maybe 27%, is where I need to be, or maybe I need to be at 33%. And so getting really precise and strategic around what type of return Am I targeting? And can I just cleverly or creatively adjust the financing to get me there, because I think a lot of people look at a property and like, oh, it doesn't work with this parameters, well, maybe try different parameters that you have some degree of control over. So I'm looking at taking out some debt on some property, and we're only taking like 45% loan on it. Because we want the cash flow to still maintain it's a certain level. And so we're okay, taking a lesser return. Tom: Just kind of that point, like if you're buying at a higher price point in you, you know, don't want an alligator where the monthly cost is higher, you just use less debt, so there's less coverage, so you can still cash flow, if you are buying that, I don't know, $200,000 property, it's probably gonna be very difficult to get a full 80% loan and have a cash flow still, maybe that's a 50% loan or 60. So it's great. Great point, Michael. Michael: And then the other thing that I found really eye opening and I think we've talked about on prior episodes is that uncertain size loans, the way that the deal works, using more leverage doesn't necessarily get you a better return. And so there are instances when you look at a property and let's say you buy it all cash and you get a 6% return, you go put debt on it, and now you're getting a 4% return. So people think I think mistakenly so that leverage automatically means a better cash on cash return. And that's just not the case. And so I mean, I think you brought the point earlier that you've got to run the numbers, you've got to understand how the dynamics of your particular deal work. And if you're putting debt on something and it performs worse, you might want to be thinking about is that a proper deal to use leverage on or maybe is that a better candidate for an all cash purchase. Any other points that you want to bring up that you think it's important for listeners to be aware of with regard to how they structure their down payments? Tom: Reserves. So making sure you know, you aren't blowing all of your funds into your down payment, and you're keeping some liquid cash available. Just because stuff happens. One of the worst things that can happen to you as a real estate investor is running out of capital when you need it, that that that's what turns into a fire sale in him needing to sell a discount. And that's like the last thing you want, you know, that's getting picked off by vultures. So being cognizant of what you're keeping in readily available liquid cash, should something come up. Because sometimes stuff comes up. Michael: That's such a good point. And I think a lot of lenders are requiring six months of your property, Principal interest, taxes and insurance. So just having that as part of your reserve, kind of in In addition, so Tom, do you think about that as your reserve? Or should that be in addition to your reserve? Tom: I have some funds in some, like ETFs that I can quickly like pull out to go use as I need to. I used to be have more than I should have just total cash cash. So I've been a little bit more disciplined about putting that into some, you know, ETF, some some funds, but I think of it as altogether. Michael: Got it, Tom: I guess sure there's the six months in actual cash that they need, but then having like a little tranche or whatever, just some extra capital right behind it in, readily available. Michael: Yeah. Makes sense. Emil, any final thoughts? Emil: It's something I've been thinking about a lot, I think thinking with the end in mind here, right? Like, we talked about cash on cash, yes, you can take out more debt to juice your cash on cash. But let's say your goal is $5,000 a month in cash flow, right? Can you do that in five properties versus needing to get 15 right and having more headaches and having 15 different loans having 15 different insurance, you know, like just really thinking About What's your goal and not just how do I maximize my cash on cash but like working this out so that it provides you with the life you want with the least effort and headache? I think that's like something I'm starting to think about more and more instead of just like, oh, what's my cash on cash on this property? How do I maximize it? Tom: I love that take. I love that take Emil. I mean, you can even like kind of work it into your, you know, the length of your loan, say, Okay, I want to retire in 15 years. Oh, great. I have some 15 year loans on I mean, I'm sure there's like definitely ways to optimize but just thinking more proactively of okay on this date I want to be have X amount of cash flow. I don't love that point Emil. Michael: Yeah, and that goes, I think when we had Chad Carson on the pod A while back, he was talking about having smaller portfolios, but paying them all off paying off the property and so owning less but free and clear properties and then your cash flow can be you know, a lot stronger than if it has debt. And so when you look at that global cash flow picture when you have free and clear properties, you can do a lot with a little Tom is there anything else? Tom: Oh, nothing. I can see that like you know, less is more is a is a is a beautiful, like mantra or philosophy. I can see it being hard, especially like the three of us were constantly like, oh, what's next? You know? Yeah. Emil: It's so hard. It's so hard to tell you're like actually be like, I am not going to just grow to grow like what do I actually want to do here? And the easy thing is just it just keep growing, keep growing, keep growing like that's the kind of the easy default option to go to. Michael: Everyone that was there episode. What would you do if you could take a year off and use each month to focus on something important to you? That is what Beth Wishart, my guest for this episode, set out to do two years ago. She is joining me today to share what inspired her to do so, how it all worked out and what she learned along the way. In 2019, at 35 years old, Beth found herself in a secure, well-paying job in Wellington, on track to what most would call a successful life. But it didn't feel all that successful to her. She felt stuck in her career without any progression in sight, frustrated by the long daily commute and was struggling with being unwell frequently and taking way longer to recover than she used to. Initially, Beth didn't know how to fix things and thought this was just what life is like. But, during yet another lengthy sickness, the urge to change something became stronger and stronger – eventually resulting in the idea of an adult gap year.
