Episode 44: In this episode, Timalyn discusses issues related to tax audits. The fear people have about being audited is often paralyzing. It's a serious issue and you need to be prepared to both avoid it and to know what you need to do if it happens. There are steps you can take to ensure your business is audit-ready. There's No Such Thing as an Audit-Proof Return Regardless of what some tax professionals might claim, there's no way to guarantee you won't be audited. There are different types of audits and the selection “triggers” vary. The IRS has the Discrimination Function System that produces a DIF score. This system rates the potential for change based on past IRS' experiences with similar returns. The IRS can track returns for similar businesses, using categories such as NAICS codes. This code describes your type of industry. When they look at a collection of similar returns from the same industry, they can determine averages for specific data points, such as expenses, credits, etc. for your reported income level. If your DIF score is out of that range, it could trigger an audit. Irregularities can also raise flags. For instance, if all of your figures on your tax return are round numbers, that would seem odd and could result in an audit. The IRS has a whistleblower program. They pay snitches who were correct about something they alerted the IRS to regarding someone else's tax filings. It Doesn't Mean You Did Anything Wrong Timalyn emphasizes that just because you're being audited, it doesn't mean you did anything wrong. She explains that for 2023, there was a 0.4% chance that taxpayers would face an audit. Lower income individuals actually had a slightly higher chance. Don't Fear the Boogey Man An audit isn't as scary as it sounds. It's a review or exam of your tax account and your financial information to ensure proper reporting. If you keep good records and don't inflate/deflate your income or expenses, is there really anything to fear? You have the information and it's accurate. As long as you can prove that information was reported correctly to the IRS, you should be fine. If your records are extremely unorganized, you had to guess at certain dollar amounts or someone else guessed for you, the audit may become a problem for you. Correspondence Audits This is where the IRS will contact a taxpayer to request specific information. If you've received an audit notice, or a field audit where the IRS agent comes to you, Timalyn recommends you don't handle this on your own. It doesn't matter how good your records are. Yes, you may be able figure out how to handle the process, but you're going to be at a disadvantage and the opportunity to make a mistake is significant. This is not something you should simply search for on YouTube. You need an experienced tax professional who knows how to deal with the IRS and the rights you have, during the audit process. If you've received an audit notice, you can book a tax relief consultation with Timalyn. She also has an episode on what you need to look for when hiring a tax professional. Episode 23 is titled, “Which Type of Tax Professional Do I Need?” In the show notes for that episode, there's a link to Episode 16, “How to Choose a Tax Professional.” Both are full of valuable information for your consideration. When you receive a Correspondence Audit, the IRS may not explain specifically why they are requesting the information. It can be a significant source of anxiety. Make sure you respond to the IRS in a timely manner. Timalyn suggests responding before the deadline, in case something else needs to be addressed. If you have good records, this will be much easier. Do You Already Have a Tax Power of Attorney? If you already have a tax power of attorney, you've already authorized this person to speak to the IRS on your behalf. They've filed submitted IRS Form 2848, so they will also receive the correspondence from the IRS. Don't assume the person who prepared your tax return is receiving the same correspondence you have received from the IRS. Unless they've submitted Form 2848, the IRS does not have the authorization to speak with that tax preparer and vice versa. Prepare Your Business for an Audit This is the best thing you can do, especially because of the random nature of IRS audits. Timalyn re-emphasizes the importance of good record keeping. You have to be able to substantiate everything you entered on your tax return. This applies to both income, expenses and credits. There are many ways people have committed fraud by overstating their income when applying for the PPP loans, SBA loans, or a mortgage. These are reasons the IRS may require you to substantiate your income. Good financial statements, based on accurate bookkeeping can help you to prove you received the income you claim, even if you don't have a 1099 to back it up. Your bookkeeper or accountant will reconcile your bank account. The financial reports should reflect your income. Make sure the person who prepares your financial statements has access to your bank statements. If they are doing it without access, you may be setting yourself up for a significant issue or issues. The same record keeping applies for your expenses. It's why business owners should not co-mingle their business and personal funds. During an audit, explaining the different purchases will be more complicated if you can't determine whether they were for business or personal reasons. You Need a Bookkeeper This person is a valuable resource. It's something Timalyn often recommends you outsource. A business owner can waste a lot of time trying to do their own bookkeeping. You should definitely understand your financial records, but the time spent doing all of the record keeping and reporting could be better spent generating more revenue. The 3-H's of Record Keeping Timalyn suggests there are questions to consider related to record keeping. ● How long should you keep your records? ● How should your store your records? ● How do you deliver your records? Episode 20 specifically deals with how long you need to retain your tax records. Don't Create More Problems for Yourself If you're being audited, remember to only provide the IRS what they are asking for. Make sure the support for those records is readily available. Timalyn uses the example of someone who was asked to show income for a number of years. However, because they didn't have good records, they instead decided to turn over all bank statements to the auditor. This resulted in the auditor finding even more questionable transactions that were flagged. If you're going through an audit, you typically wouldn't know how to handle the IRS. Even good intentions can lead to many more problems. That's why you should work with a tax representation professional who is familiar with the process and can best represent you. Check out Episode 33, “What Is Tax Representation?” Just because someone prepared your taxes doesn't mean they're equipped to represent you. As 2023 comes to a close and tax season looms, you need to ask yourself if your business is audit-ready? Do you have good financial records? How are we handling the 3-H's of record keeping? Is our tax preparation professional asking questions about our records? It's time to get ready. One step you can take is to book a tax relief consultation with Timalyn. Are you ready to start planning for 2022 for your photography business? If your response to that is heck no. I'm still recovering from this year. Would you say you had more negative or positive words come to mind? If your answer is negative, then it's time to dig in. Systems issues? Assign time in January to learn them. Time management? Happy New Year! On today’s show I talk about where my head is at for 2021, which is essentially that I am not setting huge goals for myself this year. I’m trying to continue to give myself grace—not be so hard on myself—and to focus on my personal wellness, while maintaining a steady income. I did an audit of my business in 2020, crunching the numbers and analyzing the data, and I share that data and the lessons I learned—and how that info may be able to help you—in today’s episode. When the pandemic hit in March, I lost my primary anchor client (which is still “on hold”) and a few smaller assignments that were in the works. I had to immediately figure out how I was going to pay my bills and find new clients to recoup about 50% of my income. I quickly sent a mass email to my larger network—current clients, past clients, other freelancers and other colleagues—and let them know I was available for work and how I could help them. I received a great response, which was so heartwarming. Some of that even led to new clients. From that one email, I earned $40,000 from new clients last year, and another $10,000 from current editors with new assignments. You don’t have to be hit with a pandemic to send out an email like that. I’ve sent them out individually on a much smaller basis, telling clients and colleagues that I have availability coming up and listing the ways I can help. With other work in 2020, I was able to make six figures again, but it was way less than I earned in 2019, even though I also received a $20,000 PPP loan. This financial stress, along with the anxiety surrounding COVID-19, caused me to experience anxiety like I never had before. Initially, in March, I interviewed therapist Mira Dineen on the podcast to talk about dealing with that anxiety, which was a great episode (all links below). Soon after, I brought on my acupuncturist and friend Rachel Brumberger to talk about embracing self-care without the guilt, whether we’re in a pandemic or not. But later that summer, with my newly discovered and self-diagnosed anxiety, I sought out therapy for the first time. My new therapist gave me some great tools to use when I was feeling anxious and also before I was feeling anxious. You can hear about those tools in episode #70. Because of the outreach I did in March, by August I was back to my pre-pandemic income levels, without the big anchor client I had lost. But it wasn’t always steady work. September and November were lighter months, and I was constantly working to get new writing assignments, which I don’t do in a typical year. But one-off writing assignments and a few new anchor clients helped me pay the bills and get to six figures in 2020. In this episode, I also break down the percentages of the type of work I do, the type of clients I work for and where that work came from (networking, referrals, social media, past job connections or LOIs). A huge chunk of my work comes from past job connections and ongoing referrals, which was not a surprise to me. And most of my work comes from membership associations. The majority of my work is managing editing, followed by writing, then copy editing and proofreading. With the loss of my anchor client, for which I was a managing editor, I thought that percentage would decrease a lot. But in 2020, the income from managing editing was still 57% of my income, partly because I had that main anchor client from January to mid-March and because I gained a new anchor client by August. Managing editing is my favorite type of work, and I’m trying to figure out how to increase it in 2021. I can’t manage a ton of magazines because it takes a lot of time, but if I’m able to gain more of these types of clients, I may be able to outsource pieces like some of the writing. The second type of work I do is writing. Writing pays well, but I don’t want to write every day, all day. But new writing assignments helped me survive 2020 because it’s easier to get one-off assignments when I need them, as opposed to ongoing anchor clients. Plus, I write about health care, which came in handy last year. Although I did time tracking in the fall and winter of 2020, I did it on paper primarily to keep me on task. But I had little interest in doing the math from all those scraps of paper, so I still don’t have as much data as I would like to show me how I am spending my time. Therefore, I started using the time tracking app Toggl in December and hope to use it all year so I can have better information on where my time is going. If you haven’t already, I encourage you to crunch the numbers for 2020 and analyze what you liked doing, where the money came from and the type of clients you enjoy working for. Hopefully, those three areas will connect—or you can make a plan to figure out in 2021 how to work for the clients you love, doing the work you love, for the highest financial reward. Here are a few questions to ask yourself: What five things did you love doing in 2020? Write them down. What five things in your business did you dislike or were frustrated or bored by? Are there things you want to accomplish or achieve, but you’ve just felt stuck? How can you get unstuck from projects? Is 2021 the time or should that wait till after the pandemic? Can you take baby steps in 2021 to set you up for an amazing 2022? Were there red flags with clients? Does that mean you need to deal with those issues or just fire that client? Audits. Nobody likes them, am I right? I get it. I really do. But audits serve a purpose – and if your business is closed right now because of the COVID-19 pandemic, then this is the perfect time to change ‘audit' from a dirty word to a tool that can help your business thrive. Not sure how? The good news is, it's easy to do. Your business could probably use some fine-tuning, and an internal audit of your resources and processes can help you get everything in order so, when you do reopen, you'll be more successful than ever. Here's what you'll need to do. Website Review Since your website is your online HQ, it's a good place to start your audit. You may want to review your competitors' websites to get a handle on what they're doing. Then make note of anything that's outdated or not working the way it should, including: Your site's design Mobile accessibility Navigation Site speed Broken/outdated links SEO Your focus should be on making your site as fast, accessible, and useful as possible. Anything that slows down or negatively impacts the user experience should be improved. On a more topical note, many businesses have altered their hours and offerings because of the COVID-19 pandemic. If you have, your website should reflect the changes. Online Ordering Do you have an online store? If you do, then you should look at every aspect of it from your product listings and design to the functionality of ordering. How easy is it for customers to order online? Is your store just as functional for mobile users as it is for people on a computer? Is the checkout process intuitive? Ordering and payments – which we'll talk about next – are two areas where I think it's worthwhile to pay for some user testing. There are plenty of sites where the ordering process is convoluted. Customers hate that – which means you should, too. Payments I'm willing to bet that you've had the experience of adding something to your cart on a website, going to check out, and then abandoning your cart because the payment process was too annoying or laborious to handle. Bottom line – a difficult payment process is unacceptable. It will cost you sales and customers. Your focus should be on making the payment process an easy one. That may mean: Increasing the security of your payment page by updating your security certificate, adding encryption, and including a statement about security to reassure your customers. Adding payment methods that are easy for customers to use, including credit cards, PayPal, eChecks, and mobile payments. Keeping your entire payment process on your site instead of asking customers to navigate away. Minimizing the number of steps in your checkout process. Paying for an online order should be quick, easy, and intuitive. Nobody should have to guess what to do or be left wondering whether their payment went through. Products and Services This might not seem like the right time to revamp your products or services, but you're already auditing... right? Consider asking your followers on social media what, if anything, they'd change about your products. Are there features they want added? Is there an auxiliary product you could sell? You may not be able to afford a full product update, but it's still a good idea to take a step back and use this opportunity to evaluate your products and see what you can do to make them more appealing to the people in your target audience. Loyalty Programs Loyalty programs are popular for a reason. I've written about them before. If you don't have one – or if it's been a while since you thought about it – this is the perfect time to review it to see if it can be made better. You might need an overhaul if your loyalty program: Isn't attracting new members Offers dated or sub-par rewards Doesn't have a mobile option Your loyalty program should be appealing to your customers and provide something concrete in return for their loyalty.
