My guest today is Alex Nicoll, reporter at Insider, who penned an article earlier this month (September 2023) headlined ‘Real Estate Crowdfunding is a House of Cards.' How could I resist but to give him a call, as real estate crowdfunding is my lifeblood these days, and ask him more about what he was writing about, what he discovered, and what was the background to the article. Well, the article was focused on the PeerStreet bankruptcy that emerged over the last few weeks and was not an indictment of the entire online real estate syndication industry and what you are going to learn today from Alex is how he did his research into that bankruptcy, the kind of documents that he looked at, and the people he spoke to. Alex shares insights into what he discovered and his thoughts about real estate crowdfunding in general and you'll also learn about the business model of Peerstreet, how they raised venture capital, and how much venture capital they did actually raise to put their business plan together. It is a mind-boggling number. We also discuss the various factors that have impacted this particular niche in commercial real estate crowdfunding, which is the single-family home fix and flip market, and the factors that have driven Peerstreet to their unfortunate demise. "It was a part-time thing, but I used to sell software on the internet in the 90s when this was not really a mainstream thing, which ironically made it much easier to do because you were not competing with millions of software developers around the world." From being an undergrad to jumping right into entrepreneurship, Alex attributes luck, common sense, and not being afraid to fail as his ingredients of starting a company in college and making his way to success. Alex emphasizes the importance of empathy and a grounded understanding, especially in venture capitalism. He brings this mindset and experience to Andreessen Horowitz as an outstanding investor. He also uses an example of looking at the video of Tiger Woods as a kid hitting his 25-yard drive. "One can think, hey, I'm 40, I can hit a drive much further than that little kid, I'm much better than him." or "Wow if that kid keeps it up, he could win 15 majors in the future." In a venture mindset, you have to default to that latter category and realize that you're not looking at Baby Tiger Woods; you're looking at something that will not work. But you can't judge it on the present because it is an extraordinarily easy way to never really win." This week's Fintech Focus podcast takes a look at how one fintech startup is changing the way we invest in real estate. Yes, people have always been able to invest in private real estate equity, which has proven to be an attractive venture for most. But it's real estate debt, an asset usually controlled by banks as institutional products, that is now stepping in as an enticing investment. That's where Brett Crosby of PeerStreet saw an opportunity to bring accredited investors into the octagon of real estate-backed loans. ----- **What were some roadblocks people were having in terms of accessing certain assets?** Until previously, lenders didn't have a secondary market. They were very capital constrained. So, what we realized is that, in the meantime, investors had access to their asset classes, really interesting assets, but were very hard to access; very hard to aggregate enough uproar even institutional investors et cetera. So, it was a space that really needed technology in a marketplace to connect both sides. We put PeerStreet there as a conduit between the world wide capital markets and local private loaners who understand their local real estate market. All of a sudden what's happened is that investors can access an asset class that they couldn't access easily before. They can diversify it in a way never before possible. If something goes wrong in the investment, instead of them having to put together a team of people to try and solve the problem, we already have that team in place, then we work with external professionals in the local markets to handle things....To me it's a very, very positive thing, and something that if we power one borrower to do that, that's great, but now we're powering thousands of borrowers to do that sort of thing. For example, despite giving somewhat modest return on investment, YieldStreet has successfully raised over 500M since the company was founded in 2015 (per their newsletter in Oct, 2018). Technology such as Uber and Airbnb can have the amazing ability to create trust between strangers in transactions, mostly with the irresistible lure of convenience. Do you think these online investment platforms, by offering the convenience of investing with a few mouse clicks, will minimize the need of some elements of capital raising mentioned in your book Magnetic Capital, such as pre-existing relationship?" David, That is a great question. In my book Magnetic Capital, I talk about 5 elements that need to met in order to successfully raise money. They are 1) Relationship 2) Trust 3) Results 4) Compelling Opportunity 5) Alignment If you start to peel back some of these elements, notably relationship and track record, they’re really sub-elements of trust. The psychological contract of trust is a complex one with a lot of layers. If you need $1M for your project, do you want one investor with a million dollars, or do you want a million investors each with $1? Mathematically, both will get you to the same result. But the approach needed for those two capital raises are dramatically different. You need to establish a lot more trust to attract $1M than just $1, even if you are raising $1 one million times.

In this episode the host John Siracusa chats with Brett Crosby from PeerStreet and co-founder of Google Analytics. Brett co-founded a company called Urchin software which was acquired in April 2005 by Google and morphed into Google Analytics. He was on his honeymoon during his first day at google and he talked about how everything in his life changed during the 15 minutes he was about to walk the aisle to do his wedding vows. He talked about google a bit and he discussed in detail how after creating a business case for a two sided mortgage investment platform (soon to be PeerStreet) they went to Michael Burry (Christian Bale's character from “The Big Short”) who predicted the crash of the subprime mortgage market, what he said during that meeting reinforced the notion that if Brew and Brett can do this at scale can prevent the next housing crash. Astonishingly they asked Michael to be an adviser and he said “no” I want to invest in your company. The reason Michael wanted to invest was because he felt PeerStreet was solving a systemic problem in the mortgage industry. Similar to the scale in how Urchin (now Google Analytics) solved a massive problem companies with websites. But the road to get there started from the acquisition of Urchin by Google, and then transformed into Google Analytics, that road wasn't so smooth. Urchin almost died on the vine early on when it failed to secure their series A. The deal was nearly done and the investor was flying up from Boston to bring the check and sign the final documents in person which was supposed to take place on 9/11/2001, the investor had to pull out of the deal.
