    Europe's equity rally has surprised many investors. Our Europe Head of Research Product Paul Walsh and Chief European Equity Strategist Marina Zavolock discuss potential outcomes of the broadening market.Read more insights from Morgan Stanley.----- Transcript -----Paul Walsh: Welcome to Thoughts on the Market. I'm Paul Walsh, Morgan Stanley's Head of Research Products here in Europe. Marina Zavolock: And I'm Marina Zavolock, Chief European Equity Strategist. Paul Walsh: And today, we're looking at whether European equities have more room to broaden – as markets assess the implications of a potential U.S.-Iran deal and a reopening of the Strait of Hormuz.It's Monday, June the 29th at 10am in London. Marina, it's always great having you on. And for our listeners out there, I think they'd be interested to hear that if we look at Europe's performance year-to-date, it's now on a par to the S&P. So, both indices are up somewhere between 7 and 8 percent year-to-date. So, Europe is starting to stage something of a comeback from the conflict lows. And so, what's driving this? And are we beginning to see inflows into Europe again? Marina Zavolock: So, I'm going to give a two-part answer to this. Firstly, Europe has a lot of the same exposure as the U.S., so that is part of the reason… I know that Europe has this kind of reputation for not having a lot of tech exposure; but we do have tech exposure… Paul Walsh: We do. Marina Zavolock: Not to the same degree as the U.S., but, let me just give you some numbers here. So, we have a number of sectors heavily exposed to the AI CapEx boom. These are led primarily by the semis sector in Europe, tech hardware, cap goods, and metals and mining; specifically, copper has a link to AI as well. And those sectors, let's say roughly they make up at this point about 15 percent weight of our index. And if you look at that year-to-date performance that's on par with the U.S., almost 90 percent of it is made up from these sectors.Paul Walsh: Yes. Marina Zavolock: So, these sectors have moved just as aggressively as many of the AI pockets within the U.S. That's the answer that's kind of similar to the U.S. The answer that's a bit different is that we get from time to time, over the years actually, but we had a very big one earlier this year. We get these waves of interest in Europe because investors start to think about diversification. So… Paul Walsh: That's right. The broadening. Marina Zavolock: Yes. So, they... And we've called for broadening recently on the back of this, Iran-U.S. MOU. But this broadening has other drivers as well. So when we felt this wave of interest in diversification, and we saw the flows coming into Europe earlier this year, the driver was initially because the Mag7 was kind of going choppy and sideways. So, that just drove diversification out of Mag7 and into equal-weighted S&P, but that also always benefits Europe. Or tends to benefit Europe. But also, we had this wave of interest in real assets earlier this year; and Europe has a higher share of real assets than the U.S. Now, at this moment, I am sensing that we are getting that pickup in broadening interest once again from my feedback with investors. You had this MOU, which was the initial trigger. You have oil prices, broadly, they're falling. That's helpful as well. But I think the biggest driver of what's driving this diversification interest at this moment is actually the volatility that we're seeing in the AI complex. Paul Walsh: Mm. Marina Zavolock: So, what a lot of the feedback I'm getting these days from investors that are coming back to Europe after focusing primarily on the U.S. is, ‘Look, I have a lot of AI in my portfolio. I like my AI exposure. I'm not looking to get rid of it or to sell it, but incrementally, I'm a little bit worried about this volatility. And I'm looking to broaden my exposure. What do you like in Europe to help me diversify away from this kind of volatility that we're seeing now?' Paul Walsh: And I think that's a great segue, Marina, to my second question, because with Europe having really kept pace with the S&P year-to-date, the question that really is going to be asked is the sustainability of that relative performance. And when we think about a backdrop here in Europe of pretty low economic growth, the market continues to be worried about rate hikes given recent inflationary dynamics. And as you've articulated there, tech has played a very significant role here in Europe as well in terms of driving markets higher. So, you've alluded to it in a few of your comments already, but how sustainable do we see this as being? Marina Zavolock: It depends on AI, to be honest with you. So, if AI starts to really move up at an aggressive pace like it was earlier this year, then it's hard for Europe to outperform given our exposure. But if that starts to move up at a more moderate pace, Europe has a chance to do very well. Paul Walsh: Mm. Marina Zavolock: I think there's a lot of misperceptions when it comes to European equities. And outside of AI, actually there's quite a lot of strength. So, misperception one, you've mentioned it, which is basically: Oh, look at our PMIs, look at our GDP growth. Why bother with European equities? I think this is maybe what some U.S. investors may think. But just like in the U.S., the equities market, and maybe even more so, the equities market in Europe – it is not the economy. Paul Walsh: Mm. Marina Zavolock: So, we just published our global exposure guide over this past weekend, which Morgan Stanley has been running 29 iterations of this guide. Europe's exposure to Europe is pretty much at historical lows over decades. Europe's exposure to Europe as a percent of revenues is now 45 percent of revenues … Paul Walsh: Yeah. Marina Zavolock: ... is European exposed. The rest is very global, including the U.S. Um, Europe, uh, Of that 45 percent domestic, a lot of that is banks, some defensive sectors. Only a very small sliver is actually consumer-oriented sectors that would see earnings downgrades on the back of ECB hiking, for example. So, I think people may also be surprised to know that consensus earnings growth for Europe this year is over 16 percent. Paul Walsh: Mm. Marina Zavolock: It's really healthy. Paul Walsh: It's pretty healthy. Marina Zavolock: I know the U.S. is over 20, but Europe is over 16 percent. These kinds of ideas of, you know – we have a shortage of energy and therefore our earnings are going to be down – they're misperceptions. Because actually, as long as oil doesn't spike to, I don't know, [$]150. If it stays within a healthy range, call it [$]70 to 90, that's actually a very good environment for Europe because we have a lot of real assets. We have the banks which benefit from higher inflation because they trade on the steepness of the curve. And we have some AI exposure. If you add up those three things, which all benefit from inflation, that's 60 percent of our earnings pie.Paul Walsh: Right. Marina Zavolock: Hence, Europe's actually doing really well. And I'll just mention one other thing. Earlier this year, we broke out of a structural downtrend discount; that range that we were trading in versus the U.S. So, for almost 10 years, Europe's discount was just going wider and wider and wider and wider. And as of January 1st, this year, on a like-for-like basis, so sector neutral excluding Mag7, we broke out of that structural downtrend, and we keep seeing a narrowing. Paul Walsh: Yeah. Marina Zavolock: So, if you're going to broaden, it actually makes a lot of sense to look at Europe, where we have these discounts, and we have value, and we have growth. Paul Walsh: Yeah. So, the point there being the relative valuation discount of Europe to the U.S. has been actually closing a little bit more recently. Final question from my side. You have obviously recently refreshed your sector model. We have talked about the broadening in our conversation today. What are you advocating to your clients out there in terms of relative sector preferences? Marina Zavolock: Yeah. So, we run a data-driven model. Just briefly, we look at things like earnings revisions breadth – works really well as a leading indicator in Europe; a leading indicator for future earnings as well. Consensus price target revisions breadth, balance sheet measures. We look at a number of different things, AI exposure. And basically, I'll just give you the top sectors in our model now. Semis number one, metals and mining number two, led by copper. Paul Walsh: Mm-hmm. Marina Zavolock: Banks number three. I think banks, for me, it's a key diversification play. Paul Walsh: Yes. Marina Zavolock: A big differentiator. And trading on 10 times PE with very high distributions, buybacks and dividends, low teens earnings growth upgrades. Front of the line on AI adoption and seeing that ROI coming through. Cap goods, number four, that's also led by AI exposure. Paul Walsh: Yeah. Marina Zavolock: And then I'll just mention lastly, utilities is an overweight as well. That's also a little bit AI linked, but very, very under-owned; lagging the trends we've seen in the U.S. And broader based in terms of the positives there because we also have this drive for renewables, which is coming back. Suddenly, his wife and kids turn to dust and he has no idea why. 23 days later, Tony Stark & Nebula are stuck in space together. She's helping him heal. They're about to run out of oxygen when Captain Marvel shows up to save them. She brings them back to Earth where they're reunited with Captain America, Hulk, Thor, Rhodey & Rocket. The happy reunion doesn't last long. Tony does one of his famous freak outs, saying things he will most certainly regret. Captain Marvel gets the rundown & decides she's going to go kill Thanos herself. Everyone is like this witch shows up out of nowhere and now wants to be the hero, but Thor likes her and says we should go. So they track Thanos down. He's like oh hi. I destroyed the stones. My bad. So Thor cuts his head off. Fast forward 5 years and Scott randomly pops out of the quantum realm machine, very confused. So he goes to talk to the Avengers about his experience. He tells Cap & Natasha about how for him, the 5 years was only 5 minutes. Maybe there's some way to use the quantum realm to go back in time and stop Thanos. Only one guy is smart enough to help - Tony. But now Tony has a daughter & he's not interested in helping. But Tony can't forget about it. He pokes around and figures out how it could work. Scott, Cap, and Natasha turn to the next smartest guy they know - Bruce. He agrees to help and they do some experiments but nothing overly helpful. Tony shows up with a time traveling device and says it's time to get the band back together. They do some testing and find out they can go to the past and bring something back without changing anything. So they have a plan - team up and go get the stones and bring them to the present which would prevent Thanos from being able to do his thing. Banner, Lang, Rogers, and Stark travel back to New York during Loki's 2012 invasion. At the Sanctum Sanctorum, Banner persuades the Ancient One to hand over the Time Stone by promising that all of the Infinity Stones will eventually be returned to their rightful places in time. Plus, Doctor Strange gave it up willingly in his time which is good enough for the Ancient One. Meanwhile, at Stark Tower, Rogers successfully recovers the Mind Stone from Hydra agents posing as S.H.I.E.L.D. operatives. However, Stark and Lang's plan to steal the Space Stone goes wrong, allowing Loki to escape with it. To recover from the setback, Rogers and Stark travel further back to 1970, where Stark obtains an earlier version of the Space Stone and unexpectedly gets the chance to speak with his father. Rogers steals additional Pym Particles needed for their return trip and catches a glimpse of his lost love, Peggy Carter. Meanwhile, Thor and Rocket journey to Asgard in 2013. Rocket extracts the Reality Stone from Jane Foster, while Thor reunites with his mother, Frigga, who snaps him out of his funk and gets his swag and his hammer back. In 2014, Nebula and Rhodey travel to Morag and secure the Power Stone before Peter Quill can retrieve it. Hawkeye and Black Widow head to Vormir, where Red Skull explains that the Soul Stone can only be obtained through the sacrifice of someone you love. Romanoff gives her life so Barton can claim the Stone. As Rhodes and Nebula prepare to return to the present, Nebula's cybernetic implants connect with those of her past self. This allows the 2014 version of Thanos to learn about his future defeat and the Avengers' plan to reverse it. Thanos captures Nebula and sends her 2014 counterpart into the future to infiltrate the Avengers and pave the way for his arrival. So they all return back in the present with the stones, sans Natasha. They put the stones on an iron glove and Bruce agrees that he's probably the best dude for the job. He snaps and immediately collapses. Hawkeye immediately gets a phone call from his wife. It worked!!! But the happiness doesn't last long because 2014 Gamora used the Time Machine to get 2014 Thanos to show up and shoot the Avengers compound up big time. He's like thanks for getting all of the stones together for me. It's giant fight time, folks. And it's not looking great for the Avengers despite the fact that Thor's hammer saw Cap as worthy enough to use it. But just when it's looking bleak, Doctor Strange returns by opening portals for the rest of the Avengers to show up and join the battle. Avengers assemble and IT'S AWESOME! It's a tough battle and Scott is busy getting his van Time Machine up and running since Thanos destroyed the other one so that they can return the stones. Captain Marvel shows up last minute and it's looking like they might do it but Thanos makes the van explode. Thanos gets the gauntlet back but Captain Marvel stops him from snapping his fingers. He's able to free himself. It's looking like a lost cause but Tony looks over at Strange who holds up 1 finger, showing Tony that this is the 1 in 14 million chances they win. Tony is able to get the stones and snap his fingers and make Thanos and his baddies disappear. But unfortunately the blast was too much for Tony and he dies. At Tony's funeral, all the Avengers show up to show their respects. They create a new Time Machine and Captain America goes to return all of the stones to their proper time. But he doesn't return to present day. Well, he does but he's old. He decided to stay in 1970 and grow old with Peggy Carter. Steve gives Sam his shield. We have a new Captain America now. He is an advanced community engagement and communications strategist with experience leading projects and teams implementing social media, digital communications, community outreach, advocacy, donor stewardship, recruitment, public relations, and marketing campaigns for various nonprofit organizations. He has extensive experience managing leadership development programs and advancing diversity, inclusion, and equity initiatives.  He is a global trainer and has provided training for hundreds of nonprofit leaders online, at in-person conferences, and through customized workshops. Jonathan is proud to be an AFP Global Board member, and began his service as the youngest board member and only board member to be in the Young Professionals Membership Category. He chaired the Emerging Leaders Committee, served on the Governance Ecosystem Task Force, and served twice on the Membership Dues Task Force.     Seguro que si eres de los míos, de los que disfrutan pasando el rato en la terminal o montando servicios en casa, te habrás dado cuenta de que acabamos haciendo tareas repetitivas casi sin querer. Para poner fin a este caos cotidiano te traigo una herramienta espectacular que se llama Just. Pero la verdadera razón por la que he querido dedicarle este pódcast a Just de nuevo es por una experiencia divertidísima que he tenido estos últimos días con mi asistente de inteligencia artificial local, al que cariñosamente llamo Hermes. Yo soy una persona bastante perezosa para ciertas tareas repetitivas y me gusta poner a trabajar a las máquinas por mí. Normalmente, al acabar mis entrenamientos de carrera, le dicto un audio a Hermes detallando la distancia, las pulsaciones y el ritmo para que él los registre. Pero el otro día, llevado por la vaguería máxima, decidí simplemente hacer una captura de pantalla de la aplicación del móvil y enviársela por Telegram.Hermes, que es una maravilla de asistente, aplicó un sistema de lectura de imágenes (OCR) llamado Tesseract, extrajo todos los datos de mi carrera y los guardó en un periquete. Yo me quedé encantado y pensé que la vida ya estaba resuelta. Sin embargo, al día siguiente repetí el proceso y... ¡sorpresa! Hermes se había olvidado por completo de cómo lo había hecho. Me preguntó qué quería que hiciese con la imagen y, cuando le recordé lo del día anterior, me soltó que no tenía la herramienta de lectura instalada en su entorno de trabajo. Tuve que guiarle de nuevo de la mano paso a paso.Ahí fue donde se me encendió la bombilla. Las inteligencias artificiales a veces se despistan y tienen una memoria muy volátil para los flujos de trabajo técnicos. La mejor forma de darles estabilidad es crearles un recetario claro, un archivo "justfile" donde tengan todas sus habilidades documentadas y listas para ejecutar con un simple comando. Cap rates moved far more than the old rules of thumb accounted for Use a tough outcome as a lesson to sharpen your own investing philosophy, not as a reason to sit out Topics Why the $15 Million Headline Misses the Point John opens on the commentary around Brandon Turner reportedly losing $15 million of investor capital, and rejects the "I told you so" victory-lap energy as a loser mentality He acknowledges how hard this is for investors, who put money to work to help their families and reach their financial goals Real estate remains a tried and true wealth vehicle, proven over the last 80 to 100 years and second only to the stock market, with apartments offering scale that's hard to find in single family Apartment syndication as we know it is still relatively new, and the last four to five years brought historic low rates and a wave of new supply, creating a lot of moving pieces The Factors You Can't Control You can't control interest rates or supply, and several forces hit at once that few investors could have predicted Interest rates shot up faster and further than ever in the shortest window on record More supply came online in the last two years than in the previous 40 to 45 years The takeaway is not that apartments or syndications failed, but that investors have to understand the fundamentals well enough to identify and navigate risk, which looks different on every deal The First Question Every Investor Must Ask Before any investment, particularly for passive investors, ask "How can I lose money on this deal?" Asking it is how you uncover where the risk lives, how to mitigate it, how to recognize when things go awry, and how to cut bait if you absolutely have to This is one of the core questions in John's guide, 7 Questions You Must Ask Before Investing in Apartments If you skip this question, you leave yourself blind to the very exposure that takes deals down Why the Loan Has to Match the Business Plan Many of these deals were bought at low rates on variable-rate debt, and those loans repriced coming out of 2021 and 2022 A rate cap is one tool to soften that risk, and John's team used one, but caps got more expensive as rates rose and are not a cure-all John's contrarian take is that bridge debt itself was not the primary problem. The loan product simply has to match the business plan A value-add plan needs the option to refinance or exit, which is why bridge terms are attractive: there's no prepayment penalty, unlike fixed debt where a 2% prepay fee on an early sale could cost hundreds of thousands or millions Where the Real Damage Came From The business plan has to account for variable factors like tax increases, insurance increases, and rent growth, some of which investors could anticipate and some they could not Insurance and taxes spiked alongside rates, especially in markets like Texas and Florida, and likely did as much or more damage than interest rates alone Every investment carries risk, even bonds, and investors are always weighing what's likely against what's not This cycle delivered the unlikely, and that combination is what made these deals so difficult to navigate The Two Ways You Lose Money and How to Mitigate You lose money when there isn't enough cash flow to cover debt service, so build reserves and underwrite conservatively on tax reassessments, insurance, and rental income If you take on bridge debt, offset it by being conservative elsewhere, such as limiting leverage to 60% or even 50% loan to value instead of 80% Don't assume the environment you bought in will be the environment you sell in. The old habit of adding ten basis points to the exit cap broke when cap rates moved 100 to 200 basis points John's team favors markets like the Midwest where taxes, insurance, and claims risk are more predictable, and structures deals so the loan, the operations, and the exit all line up Don't Let One Deal Rewrite Your Game Plan Using a tough outcome to scare people away from passive investing is the wrong response, because for many it's the only practical path to real estate income The better move is to educate, learn from what went sideways, and become a better investor Every entrepreneur experiments, fails, adjusts, and comes back stronger, so define your own investing philosophy rather than abandoning the goal The end game for most people is financial freedom and the flexibility to spend time with the people they love, and the right lessons keep you moving toward it
